Changes, outlook and material items

  • Management attributed strong demand to customers’ focus on home projects and repairs during COVID-19. Q3 gross margin declined 0.3 percentage points, mainly due to product mix and shrink. Nine-month SG&A rose to 18.3% of sales from 17.7%, primarily reflecting pandemic-related associate pay and operating costs.
  • COVID-related expanded associate pay and benefits added $354 million of Q3 expense and $1.7 billion for the first nine months; additional operational COVID costs were $59 million and $183 million, respectively. The company is transitioning from temporary programs to permanent frontline hourly compensation enhancements, expected to add about $1 billion of annualized expense.
  • The company issued $5.0 billion of senior notes in March 2020 to support liquidity and repay maturing or early-repaid debt. It suspended share repurchases in March and expected to resume them in fiscal 2021. Capital expenditures for fiscal 2020 were expected to be below initial plans, with some spending shifted to fiscal 2021. No specific sales or earnings guidance is stated in the supplied filing text.
  • Management said current cash, operating cash flow, debt-market access and commercial-paper capacity should support operations, planned investment, dividends, debt payments and the HD Supply acquisition. The acquisition agreement, announced November 16, provides for an all-cash offer of $56 per share and an approximately $8 billion enterprise value, funded with cash and debt; closing was expected in fiscal Q4, subject to customary conditions and approvals.
  • Risks include further COVID-19 effects on demand, staffing, costs, supply-chain availability, fulfillment, technology and financial markets. Management reported inventory availability pressure in high-demand products. A permanent compensation cost increase and higher debt-related interest expense may affect future margins and earnings.
  • In November 2020, Home Depot agreed in principle to a civil consent decree concerning lead-safe practices in its installation-services business, including a $20.75 million penalty and practice changes, subject to court approval. The U.S. government declined to pursue criminal charges in the investigation.

Key facts for investors to verify

  • Track whether elevated comparable sales and online growth persist as pandemic-related demand and conditions change.
  • Assess the effect of permanent associate compensation increases, supply-chain costs, shrink and product mix on margins.
  • Monitor debt, cash generation, capital spending, dividends and the timing and financing of the HD Supply transaction.
  • Review COVID-19 developments, inventory availability, and the court approval and implementation of the lead-practices consent decree.
