Intellinetics, Inc. — Q2 2023 Form 10-Q

Reporting period: Quarter and six months ended June 30, 2023. Unaudited results are consolidated. Intellinetics provides document-management software and services and document-conversion, storage, and retrieval services. Its two reporting segments are Document Management and Document Conversion. Q2 revenue increased 25% year over year; first-half revenue rose 38%. First-half growth reflects both Yellow Folder’s contribution and stronger professional-services activity. Q2 gross margin fell 3.3 percentage points year over year, principally as professional services made up a larger share of revenue; management also cited some SaaS margin pressure. First-half margin declined 0.4 percentage point.

At June 30, 2023, cash was $1.13 million, current assets were $4.00 million, and current liabilities were $4.39 million, implying a working-capital deficit of about $389,000. Total assets were $18.59 million, total liabilities $9.54 million, and stockholders’ equity $9.05 million. The company reported an accumulated deficit of $21.37 million.

Notes payable principal totaled about $3.68 million, including $600,000 owed to related parties; the notes carry 12% interest. Approximately $717,500 of the 2020 notes was due August 31, 2023, and the remaining approximately $2.96 million of 2022 notes was due March 30, 2025. Operating lease liabilities totaled $3.02 million; finance lease liabilities totaled $174,183. Cash declined $1.57 million in the first half, including $700,000 in final earnout payments and $262,950 in note repayments. No earnout liability remained at June 30.

Material changes and business drivers

  • Document Conversion revenue increased 29% in Q2 and 31% in the first half; Document Management revenue increased 19% and 49%, respectively. The first-half comparison includes the differing Yellow Folder periods.
  • Professional-services revenue rose 41% in Q2 and 43% in the first half, driven mainly by Document Conversion recovery and increased project work. Staffing increases supported higher volumes but added costs.
  • SaaS revenue increased 10% in Q2 and 58% in the first half; the first-half increase primarily reflects Yellow Folder, organic cloud growth, and expansion with existing customers.
  • Storage and retrieval revenue decreased 3% in Q2 and 1% in the first half, reflecting softer activity from Rocket Mortgage amid the mortgage-market slowdown.
  • Q2 operating expenses were about 1% lower year over year, helped by the absence of prior-year acquisition transaction costs and earnout fair-value adjustments. First-half operating expenses rose 21%, in part because 2023 includes a full six months of Yellow Folder.
  • Interest expense declined 33% in Q2 and 6% in the first half, partly following principal repayments on the 2020 notes.

Outlook, risks, and contingencies

  • Management said it expects capital resources, operating cash generation, and potential financing options to cover ordinary-course needs for at least the next 12 months. It also cautioned that operating cash flow alone may not be enough to meet 2023 debt obligations in full and said refinancing, extension, or conversion to equity may be pursued. These are forward-looking statements, not assurances.
  • On August 3, 2023, the company disclosed an extension of its contract with its largest customer, the State of Michigan, effective October 1, 2023 through May 30, 2025, with an estimated net rate increase of about 21% versus rates under the prior contract period.
  • Customer concentration is significant: the State of Michigan represented 36% of Q2 revenue and 35% of first-half revenue; government contracts, including K-12 education, represented 79% and 76%, respectively. The two largest customers accounted for 37% and 10% of gross receivables at quarter-end.
  • Management cited wage inflation, hiring and staffing challenges, uncertain economic conditions, and possible customer budget constraints. Wage inflation had slightly reduced margins; management said it believed the wage impact had stabilized and had not experienced reduced demand from adverse economic conditions as of the report date.
  • The filing reports no material changes to the 2022 Form 10-K risk factors, no listed legal proceedings, and no material capital-expenditure commitments. Management concluded disclosure controls were effective as of June 30, 2023.

Key facts for investors to verify

  • Whether the $717,500 note due August 31, 2023 was repaid, refinanced, extended, or otherwise modified after quarter-end.
  • Whether the Michigan contract extension’s stated rate increase and effective dates translate into expected revenue, margins, and cash receipts.
  • Whether negative first-half operating cash flow improves, particularly as receivables and unbilled receivables increased and deferred revenue declined.
  • Whether professional-services growth can be delivered with improved margins as staffing and training costs evolve, and whether SaaS margins stabilize.
  • How much future revenue depends on the State of Michigan, government contracts, and the mortgage-related customer; assess the implications of the concentration disclosures.
  • The filing’s MD&A cites Q2 operating cash use of $125,274, while the cash-flow statement presents six-month cash use of $299,631. Confirm period-specific cash-flow figures against the underlying statements; the filing does not include a quarterly cash-flow statement.
