Q3 revenue rose about 3%, but operating income and continuing-operations income fell. Q3 2011 included a $2.3m real-estate sale gain in China; the 2012 period included $0.3m of accelerated depreciation related to a planned China facility consolidation. The Q3 2012 tax provision was $2.1m versus $0.8m, with effective rates of 21% and 7%, respectively; the prior-year rate benefited from a discrete tax benefit. For nine months, revenue grew about 6%, while continuing-operations income declined, primarily reflecting higher tax expense. Total net income and EPS include the discontinued operation.

Consolidated gross margin was 43.4% in Q3 2012 versus 42.7% a year earlier, but 44.3% for the first nine months versus 45.2%. Papermaking Systems Q3 margin improved to 43.6% from 42.8%; Fiber-based Products margin declined to 30.4% from 36.5%, attributed to lower volume and manufacturing efficiency.

Cash, liquidity and debt

  • Cash and cash equivalents were $53.3m at September 29, 2012, up from $47.0m at December 31, 2011; working capital was $100.0m versus $78.5m. $43.7m of cash was held by foreign subsidiaries.
  • Nine-month operating cash flow was $16.4m, down from $19.6m. Continuing-operations operating cash flow was $17.7m. Inventory reduction provided $7.4m; lower other current liabilities and accounts payable used $10.0m and $5.9m, respectively.

  • Total debt obligations were $11.9m, including $0.5m current maturities. The company had $5.0m drawn under its new $100m five-year revolving facility, with $89.9m of committed borrowing capacity available. The facility also provides an uncommitted additional $50m. The company reported compliance with its financial covenants.

Changes, outlook and risks

  • Papermaking Systems revenue increased 3% in Q3 despite a $3.6m unfavorable currency effect. Doctoring, cleaning and filtration revenue grew; Fiber-based Products revenue declined. For the first nine months, Papermaking Systems revenue increased 7%, while foreign exchange reduced reported revenue by $7.9m.
  • Bookings were weak in North America and Europe: Q3 bookings were down 24% and 48%, respectively, year over year. China bookings more than doubled year over year from a weak comparison and increased 31% sequentially. Management cited uncertain capital-order timing and delayed customer projects.
  • Management forecast Q4 2012 continuing-operations diluted EPS of $0.35–$0.37 on revenue of $77m–$79m. Full-year guidance was raised to $2.18–$2.20 EPS and $331m–$333m revenue, from $2.05–$2.10 and $325m–$330m.
  • Key risks include cyclical pulp-and-paper demand, European economic weakness, volatile Chinese capital orders and customer financing, foreign-exchange exposure, commodity and component supply costs, and the possibility that fixed costs amplify revenue declines. Management said available resources, credit facilities, and expected operating cash flow should meet current operating needs for the foreseeable future.
  • The Composites LLC class-action settlement reserve was reduced by $1.5m in Q3; $1.1m remained accrued. Additional approved claims could require future expense, up to a stated maximum of $5.0m. The company expected claims payments to be completed by December 14, 2012.
  • Approximately $120m of foreign earnings had not been provided for U.S. income taxes because Kadant intends to reinvest them indefinitely; the potential U.S. tax cost was not estimable. Related foreign withholding taxes would be about $1.5m if remitted.

Important facts for investors to verify

  • Whether regional bookings and order timing support the raised full-year revenue and EPS guidance, particularly given Q3 weakness in North America and Europe.
  • The final amount of eligible Composites LLC settlement claims and any resulting additional discontinued-operation expense.
  • The recoverability and timing of foreign tax credits, the maintained deferred-tax valuation allowances, and the implications of cash held abroad.
  • Available borrowing capacity and continued compliance with the credit facility’s leverage, interest-coverage, capital-expenditure, and restricted-payment covenants.
  • The effect of product mix, currency movements, and lower Fiber-based Products volume on margins and cash generation.
