MESABI TRUST quarterly report, Q1 FY2023

Mesabi Trust — Form 10-Q Summary

Business context and period. Mesabi Trust is a pass-through royalty trust, not an operating mining company. Its income depends primarily on royalties from Northshore Mining, a Cliffs subsidiary, for iron ore produced or shipped under the Trust’s leases. This report covers the three months ended April 30, 2022, compared with the three months ended April 30, 2021. The interim financial statements are unaudited.

Royalty income comprised $8.23 million of base overriding royalties, $5.72 million of bonus royalties, and $240,941 of fee royalties. Management attributed higher royalty income and net income primarily to higher iron ore pricing and shipments; lower expenses primarily reflected reduced legal and arbitration costs.

Pellet production from Trust lands was 906,952 tons, versus 1,129,383 tons a year earlier; shipments were 906,952 tons, versus 547,704 tons. The Trust reported that approximately 99.7% of shipments in the current period originated from Trust lands. Cliffs credited the Trust with 1,069,456 tons shipped during calendar Q1 2022, compared with 919,457 tons in calendar Q1 2021.

Liquidity, distributions, and balance sheet

  • Cash and cash equivalents were $37.87 million at April 30, 2022, down from $47.73 million at January 31, 2022. Current assets were $44.69 million; total liabilities were $13.94 million. The filing reports no debt.
  • The Trust’s unallocated reserve was $30.75 million, nearly unchanged from $30.79 million at January 31, 2022, and up from $13.37 million at April 30, 2021. Unallocated cash and government securities, net of distributions payable, were $24.22 million.
  • The Trustees declared a $1.04-per-unit distribution, payable May 20, 2022, compared with $0.89 per unit declared in April 2021. The April 2022 distribution totaled $13.64 million. Distributions are determined principally by royalties received and reserve considerations, so they need not equal net income for the reported quarter.
  • Cash flow included $22.96 million of distributions paid during the quarter. The filing does not provide a separate margin or debt covenant measure; no debt is reported on the balance sheet.

Material changes, outlook, and risks

  • Following a 2021 arbitration, Cliffs changed its payment and pricing practices for pellets produced for internal use. The Trust now recognizes royalties on those pellets upon production; other pellets are recognized upon shipment from Silver Bay. This affects the timing of revenue recognition and related contract assets.
  • A $4.40 million contract asset was recorded at April 30, 2022, up from $1.43 million at January 31, 2022. It reflects estimated royalty amounts subject to later resolution of variable pricing and is not available for distribution until collected. The Trust received $176,283 of positive prior-period price adjustments in the April 2022 royalty payment.
  • Northshore began idling operations on May 1, 2022. Cliffs said the idling would continue until at least fall 2022 and possibly longer. The Trust expects the idling to reduce royalty income and cash available for distributions. Cliffs has also described Northshore as a potential swing operation and indicated it plans to shift some direct-reduced-grade pellet production to Minorca.
  • The Trust received $13.54 million in royalties on April 29, 2022, based on calendar Q1 activity. Cliffs did not provide the Trust with expected 2022 production or shipment volumes, or the expected share sourced from Trust lands; the filing provides no specific forward earnings or distribution guidance.
  • Royalty estimates depend on shipments, prices, and customer-contract index adjustments that may be revised after the contract year. Negative adjustments could reduce or eliminate royalties otherwise expected for a quarter or year. The Trust has no control over Northshore’s operating decisions and relies on information provided by Cliffs and Northshore, supplemented by consultants and accountants.
  • The Trust reported no legal proceedings. Trustees concluded disclosure controls were effective, while noting Northshore has not provided written certification of its disclosure and internal controls.

Important facts for investors to verify

  • Whether Northshore restarts in fall 2022, and the duration and extent of any further idling or swing-operation periods.
  • Subsequent production, shipments, and the portion attributable to Trust lands, as well as any changes in Cliffs’ production plans.
  • Final iron ore price adjustments, including whether the current contract asset converts to cash or is reduced by negative adjustments.
  • Actual royalty receipts, distributions, and reserve levels as operating activity changes; distributions are not guaranteed and may differ from reported net income.
