NRG ENERGY, INC. annual report, FY2020

NRG Energy, Inc. — 2020 Form 10-K

Reporting period: Fiscal year ended December 31, 2020. This is an annual report, not a standalone fourth-quarter filing. Unless noted, amounts are U.S. dollars.

Business context

NRG is an integrated competitive energy retailer and power generator, operating principally in Texas, the East and the West/Other. At year-end it served approximately 3.6 million customers, sold 68.2 TWh of electricity and 23.5 million dekatherms of natural gas in 2020, and had approximately 22,798 MW of net generation capacity. In 2020, management changed its reportable segments to Texas, East and West/Other to reflect its geographically managed integrated retail and generation business.

Key financial metrics

Operating revenue$9.093 billion$9.821 billion
Operating income$1.105 billion$1.290 billion
Income from continuing operations$510 million$4.120 billion
Net income attributable to NRG$510 million$4.438 billion
Diluted earnings per share$2.07$16.81
Net cash from operating activities$1.837 billion$1.413 billion
Cash and cash equivalents at year-end$3.905 billion$345 million
Long-term debt and finance leases, net of current portion and debt discounts/costs$8.691 billion$5.803 billion

GAAP gross margin was $3.954 billion, up from $3.871 billion. Management’s non-GAAP economic gross margin was $4.078 billion, compared with $3.910 billion. Operating margin was approximately 12.2% of revenue, versus 13.1% in 2019. Interest expense was $401 million, down from $413 million. The 2020 effective tax rate was 33.0%; the prior-year rate was exceptionally low because NRG recorded a $3.5 billion non-cash tax benefit from releasing most of its valuation allowance.

Year-end liquidity, excluding collateral deposited by counterparties, was approximately $7.0 billion, including cash and available revolving and collateral facilities. The filing reports liquidity of $3.8 billion as of February 26, 2021. Principal debt and finance lease obligations totaled $8.859 billion before unamortized discounts and issuance costs; the filing lists $600 million due in 2024 and $500 million in 2025, with most remaining principal due thereafter. Market operations had $50 million of cash collateral posted and $768 million of letters of credit outstanding at year-end.

Changes versus 2019

  • Revenue fell $728 million, or approximately 7%, while operating income declined $185 million. Retail revenue decreased modestly; energy revenue fell $630 million, reflecting lower generation sales to third parties as more supply served NRG’s retail load.
  • Economic gross margin increased $168 million. In Texas, lower supply costs were partly offset by lower net retail revenue and generation sales. East benefited from higher New York capacity prices and lower supply costs, while West/Other benefited partly from market conditions and outage insurance proceeds.
  • Operating cash flow rose $424 million to $1.837 billion. Investing cash flow shifted to a $494 million use, from $556 million provided in 2019, largely because the prior year included greater asset-sale proceeds. Financing provided $2.204 billion, versus $2.148 billion used in 2019, reflecting higher debt issuance and lower debt repayments.
  • Net income was substantially lower than 2019 chiefly because the $3.5 billion tax valuation-allowance release that boosted 2019 results did not recur. The 2020 income statement also included $75 million of impairment losses, primarily Cottonwood and Home Solar, versus $5 million in 2019.

Outlook, significant events and risks

  • Direct Energy: Acquired January 5, 2021 for $3.625 billion cash, subject to a $77 million purchase-price adjustment. NRG funded the purchase with cash, a revolver draw and approximately $2.9 billion of debt issued in December 2020. The acquisition added more than 3 million customers; integration, realization of expected benefits and increased leverage are key execution risks.
  • Debt and capital allocation: Management said it planned to reduce debt by nearly $1.2 billion during 2021, funded from operating cash flow, to maintain targeted investment-grade credit metrics. The annual dividend increased from $1.20 per share in 2020 to $1.30 in 2021; management targeted subsequent annual dividend growth of 7–9%. These are targets, not guarantees.
  • Texas winter storm: Winter Storm Uri occurred in February 2021, after the reporting period. NRG said its preliminary analysis did not indicate an adverse impact on financial results, but noted a lower-probability stress test indicated a potential plus or minus $100 million effect on 2021 income from continuing operations. Final customer, settlement, counterparty and ERCOT default-allocation data were not yet available.
  • Proposed asset sale: On February 28, 2021, NRG agreed to sell approximately 4,850 MW of East and West fossil generation assets for $760 million, subject to adjustments, approvals and other closing conditions; closing was expected in the fourth quarter of 2021. The agreement includes a tolling arrangement for the 866 MW Arthur Kill plant through April 2025 and specified environmental indemnities capped at $39 million, subject to contractual terms.
  • COVID-19 and markets: NRG reported no material adverse effect on 2020 results and no material operational disruption to date, but warned that the pandemic could affect demand, collections, customer attrition and counterparties. Competition, weather, power and fuel prices, plant outages, hedging and collateral needs, and regulatory and environmental changes remain material risks.
  • Environmental and legal matters: NRG estimated $61 million of environmental capital expenditures for 2021–2025, primarily for coal ash compliance. Costs under revised wastewater rules were still being assessed. The Jewett mine reclamation bond is approximately $99 million, and reclamation costs could exceed the bond. A New York XOOM customer case remained in discovery; the company also disclosed unresolved regulatory and environmental proceedings. NRG agreed to an $85,000 civil penalty and compliance monitoring in an ISO-NE matter.
  • Climate commitments: NRG targeted a 50% greenhouse-gas emissions reduction by 2025 from its 2014 baseline and net-zero emissions by 2050. It reported a 55% cumulative reduction from 2014 to 2020, while noting 2020 emissions could rise as demand recovers. The 2027 secured notes include a 25-basis-point rate increase if specified sustainability targets are not met.

Investor verification points

  • Monitor approvals, adjustments, environmental obligations and closing progress for the proposed $760 million generation-asset sale.
  • Assess the durability of operating cash flow and economic gross margin, including hedge settlements, customer collections and changing wholesale prices.
  • Review required environmental spending and the outcomes of coal ash, wastewater, reclamation and material legal or regulatory proceedings.
  • Distinguish recurring earnings from unusual items, especially the 2019 tax valuation-allowance release and 2020 impairments. The auditor issued an unqualified opinion on the financial statements and internal controls.
