Material changes and unusual items

  • Omnicom acquired a controlling interest in the Clemenger Group effective February 1, 2011, increasing ownership from 46.7% to 73.7%. The transaction generated a non-cash remeasurement gain of $123.4 million.
  • The company completed twelve acquisitions of new subsidiaries and additional investments in existing affiliates. Goodwill recorded from these transactions was $649.1 million; no individual acquisition was material.
  • First-quarter repositioning actions generated $131.3 million of charges, including $92.8 million of severance, $15.3 million of real-estate lease termination costs, and $23.2 million of asset and goodwill write-offs and other costs. Total 2011 severance charges were approximately $201 million.
  • Interest-rate swaps were terminated in August 2011, generating $38.8 million of cash proceeds and a $33.2 million deferred gain that will reduce interest expense through maturity of the 2016 notes.
  • The effective tax rate declined to 32.7% from 34.1%, reflecting the tax effects of the repositioning charges, the Clemenger remeasurement gain, and a $9.0 million charge related to agreed tax-return adjustments.
  • Goodwill totaled $8,456.3 million at year-end. Management concluded that goodwill was not impaired as of June 30, 2011, although impairment remains sensitive to future cash-flow, growth-rate, and discount-rate assumptions.

Guidance, outlook, and risks

Management expected 2012 revenue, excluding foreign-exchange effects, to increase modestly in excess of average nominal GDP growth in its major markets. Based on exchange rates at February 10, 2012, foreign exchange was expected to reduce 2012 revenue by approximately 1.5%. Management also targeted improvement of full-year 2012 EBITA margins to 2007 levels and intended to pursue selective acquisitions, operational consolidations, emerging-market expansion, and digital capabilities.

  • Holders may require repurchase of up to $252.7 million of 2032 convertible notes on July 31, 2012 and $406.6 million of 2038 convertible notes on June 17, 2013. Management expected available cash and credit capacity to fund potential repurchases.
  • The business is sensitive to global economic conditions, client spending, delayed client payments, credit-market disruptions, and potential losses on media and production commitments made on clients’ behalf.
  • Approximately 50% of revenue came from the 100 largest clients, creating client-retention and spending-concentration risk, although the largest individual client represented only 2.6% of revenue.
  • Other principal risks include competition, retaining skilled personnel, conflicts of interest, information-technology outages or breaches, privacy and advertising regulation, foreign-exchange movements, developing-market conditions, acquisitions, and goodwill impairment.
  • Legal proceedings were described as ordinary-course matters and were not expected to have a material adverse effect. Management and KPMG concluded that internal control over financial reporting was effective as of December 31, 2011.

Investor verification items

  • Reconcile organic growth and margin expansion after excluding the $123.4 million Clemenger remeasurement gain and $131.3 million repositioning charges.
  • Assess cash conversion, particularly the decline in operating cash flow and the increase in accounts receivable and net debt.
  • Review funding capacity and maturity planning for the 2012 and 2013 convertible-note put dates.
  • Evaluate goodwill of $8.5 billion relative to operating performance and sensitivity to economic or discount-rate changes.
  • Monitor client spending, retention of major accounts, foreign-exchange effects, and management’s progress toward the 2012 EBITA-margin objective.
