Parker-Hannifin Corp annual report, FY2019

Parker-Hannifin Corporation — FY2019 Form 10-K

Period: Fiscal year ended June 30, 2019. Although the request metadata says “2018 Q4,” this filing reports FY2019 and includes comparative fourth-quarter FY2019 results. Parker manufactures motion- and control-technology products for industrial, mobile and aerospace markets. Diversified Industrial generated 82% of FY2019 sales; Aerospace Systems generated 18%.

FY2019 sales were nearly flat: higher volume, especially in Aerospace, was largely offset by currency effects, which reduced sales by approximately $305 million. Net income rose substantially as the effective tax rate fell to 21.7% from 37.7%; FY2018 included significant one-time tax effects from U.S. tax reform. Operating improvements also reflected stronger Aerospace results and lower realignment, integration and administrative costs.

Segments and fourth-quarter results

  • Diversified Industrial: Sales were $11.810 billion, down 1.5% as reported, but up 1.5% excluding divestitures and currency. North American operating margin increased to 16.7% from 16.0%; International margin rose to 16.1% from 14.5%. Segment backlog declined to $2.011 billion from $2.167 billion.
  • Aerospace Systems: Sales increased to $2.511 billion from $2.316 billion; operating margin improved to 19.4% from 17.2%. Backlog rose to $2.209 billion from $1.954 billion, supported by military and commercial aftermarket orders.
  • FY2019 fourth quarter: Sales were $3.681 billion versus $3.817 billion in FY2018 Q4; net income attributable to common shareholders was $413.7 million versus $353.3 million; diluted EPS was $3.17 versus $2.62.

Liquidity, debt and capital allocation

Operating cash flow increased by $133 million. Year-end cash and marketable securities rose sharply, partly reflecting debt issuance for the proposed LORD acquisition. Parker issued $2.375 billion of senior notes during FY2019 and had $586 million of commercial paper outstanding at year-end. It reported $1.414 billion available under its $2.0 billion revolving credit facility, was in compliance with debt covenants, and stated a debt-to-debt-and-equity covenant ratio of 0.55 against a maximum of 0.60. Share repurchases were $800 million, compared with $300 million in FY2018. Parker reported a $200 million discretionary contribution to its domestic pension plan; the defined benefit plans’ funded status was a $1.243 billion deficit.

Outlook, material events and risks

  • FY2020 guidance: Diversified Industrial North American sales were forecast to range from a 2.8% decline to 0.2% growth; International sales were forecast to decline 6.2% to 3.2%. Expected operating margins were 16.8%–17.2% in North America and 15.4%–15.9% International. Aerospace sales were forecast to grow 3.0%–5.6%, with operating margins of 20.4%–21.0%. Management cautioned that commercial OEM mix and higher-than-expected product-development costs could reduce Aerospace margins.
  • Restructuring: FY2019 realignment and integration charges totaled about $28 million. Parker expected roughly $20 million of additional FY2020 charges and estimated 2019 workforce actions would lift FY2020 operating income by about 2% in each Diversified Industrial region.
  • Acquisitions: The proposed LORD acquisition was valued at approximately $3.675 billion in cash and remained subject to closing conditions. Parker announced a proposed $1.725 billion cash acquisition of Exotic Metals Forming Company on July 29, 2019, also subject to conditions and expected to be debt-financed. S&P lowered Parker’s rating to A- on that date, citing additional acquisition-related debt. Completion, financing costs, integration and anticipated benefits are key uncertainties.
  • Other risks and contingencies: Management highlighted sensitivity to global industrial and aerospace demand, currency and tariffs, raw-material costs and supply, cybersecurity, competition, acquisitions and integration, debt, taxes, pensions, product liability and environmental regulation. Environmental remediation reserves were $16.1 million; estimated exposure ranged from $16.1 million to $80.1 million. Management said pending litigation and other proceedings were not expected to materially harm liquidity, financial condition or results, while acknowledging outcomes cannot be predicted with certainty.

Key facts for investors to verify

  • Whether LORD and Exotic closed as proposed, and the resulting purchase price, financing, debt levels and integration performance.
  • Whether FY2020 segment sales and margin guidance was achieved, particularly amid weaker manufacturing indicators and currency pressure.
  • How much of the FY2019 earnings increase reflects recurring operating gains versus the lower tax rate and prior-year tax items.
  • Whether pension assumptions, discount rates and funding needs materially affect future earnings or cash contributions.
  • Developments in environmental remediation exposure, tax uncertainties and other contingencies.
