Financial position, cash flow and liquidity
- Cash was $424.4 million at September 30, down from $657.5 million at June 30, 2011. Current assets were $3,999.3 million and current liabilities $2,235.7 million; working capital was $1,763.6 million and the current ratio was 1.79.
- Total debt was approximately $1,747 million, including current maturities. The debt-to-debt-and-shareholders’ equity ratio was 25.8%, up from 24.7% at June 30; management’s stated maximum goal is 37%.
- The $1.5 billion revolving credit facility was fully available at quarter-end; no commercial paper was outstanding. The company reported compliance with debt covenants and said it expected operating cash generation and borrowing capacity to support near-term needs.
- Investing cash outflow was $125.4 million, including $87.3 million for acquisitions; capital expenditures were $44.0 million. Financing cash outflow was $354.1 million, including $293.5 million of common-share repurchases and $63.0 million of dividends. Foreign-exchange effects reduced cash by $63.0 million.
- Operating cash flow increased substantially from the prior year, primarily because the prior-year quarter included a $200 million discretionary contribution to the U.S. qualified pension plan. Management also cited higher working-capital use; inventory rose to $1,456.1 million from $1,412.2 million, and inventory days of supply increased to 62 from 55 at June 30.
Material changes and management commentary
- Sales growth reflected higher volume in all segments. Acquisitions contributed approximately $22 million of sales and currency movements approximately $86 million. Gross margin benefited from higher volume and manufacturing efficiencies.
- Industrial demand strengthened across most markets, with the semiconductor market a partial exception. Aerospace growth came from commercial OEM, commercial aftermarket, and military aftermarket volume. Climate & Industrial Controls faced weaker residential air-conditioning demand, unfavorable mix, higher raw-material prices, and higher development expense.
- The company completed two acquisitions during the quarter and repurchased 4,354,822 shares under its program at an average $67.05 per share. It also acquired the remaining ownership interest in a joint venture.
- Fiscal 2012 effective tax rate was expected to be approximately 28%. Segment outlook versus fiscal 2011: Industrial North American sales +6.5% to +10.0%, with operating margins of 17.2%–17.5%; Industrial International sales +5.9% to +9.4%, with margins of 15.5%–15.9%; Aerospace sales +7.1% to +10.1%, with margins of 13.2%–13.5%; and Climate & Industrial Controls sales +1.1% to +4.6%, with margins of 8.1%–8.5%. The filing does not provide a consolidated full-year sales or earnings guidance figure.
- Management noted weakening manufacturing purchasing-manager indexes from June to September: U.S. 51.6, Eurozone 48.5, and China 49.9. It cited higher aircraft miles flown and passenger miles, but also identified economic conditions and market-specific demand as important uncertainties.
Risks, contingencies and unusual items
- A $5.9 million business-realignment charge was recorded, primarily severance associated with plant closures and workforce reductions affecting approximately 175 employees. The company said the actions were intended to align costs with demand; most remaining severance payments were expected by March 31, 2012. Further Industrial or Climate & Industrial Controls realignment charges could occur, with timing and amounts not finalized.
- Foreign-currency translation drove a significant comprehensive-equity loss: the quarter recorded a $289.3 million translation loss, contributing to lower reported shareholders’ equity. Currency also affected cash and reported balance-sheet amounts.
- Unrecognized tax benefits were $134.7 million, including $11.9 million of accrued related interest. Management did not expect a significant change in gross unrecognized benefits over the next 12 months.
- Marine-hose cartel matters remained pending in Brazil and Europe. The European Commission had imposed a €25.61 million fine on Parker ITR and attributed joint and several responsibility for €8.32 million to Parker-Hannifin; appeals were pending. A False Claims Act case remained pending against Parker ITR after dismissal with prejudice as to the parent company. The Brazilian investigation’s outcome was described as uncertain.
- Other identified risks include acquisition integration and completion, pricing and raw-material costs, customer and supplier changes, retirement and healthcare costs, currency and broader economic conditions, legal proceedings, and possible goodwill impairment if economic recovery falls short of assumptions. No goodwill or long-lived-asset impairment indicators were reported for the quarter.
Important facts for investors to verify
- Whether demand and order trends support the segment sales and margin ranges, particularly given the weaker September manufacturing indexes and lower Climate & Industrial Controls backlog.
- Whether cash conversion and inventory levels improve, considering increased inventory days and the quarter’s reliance on working-capital management.
- The cash and equity effects of ongoing share repurchases, acquisitions, and foreign-currency movements.
- Progress and potential financial exposure in the pending marine-hose proceedings, and any change in tax exposures or realignment costs.
- Whether Aerospace product mix and development costs, and Climate & Industrial Controls raw-material costs and demand, affect the stated segment margin outlook.
