Operating income was $161.8 million versus $171.7 million; continuing-operations net income was $109.6 million versus $104.0 million, and diluted continuing-operations EPS was $0.60 versus $0.58. Fourth-quarter 2015 results included substantial Valves & Controls impairment charges in discontinued operations.

Material changes, outlook and risks

  • Gross margin improved by 2.1 percentage points, attributed to volume leverage, productivity and supply-management savings, and lower acquisition inventory step-up costs; raw-material and labor inflation partly offset gains.
  • Flow & Filtration weakness reflected subdued industrial and agricultural demand, lower project activity and weaker markets in China, Southeast Asia and Brazil. Management expected industrial and energy headwinds, depressed oil prices and U.S.-dollar pressure to persist into 2017.
  • In August 2016, Pentair agreed to sell Valves & Controls to Emerson for $3.15 billion cash, subject to customary adjustments, approvals and closing conditions. Management expected completion by the end of Q1 2017 and planned to use part of the proceeds to reduce debt. The sale had not closed as of the filing.
  • Management planned continued restructuring and operational-efficiency initiatives, growth investment in products and markets, and debt reduction. Expected 2017 capital expenditures were approximately $100 million. The board approved a 2017 annual dividend of $1.38 per share.
  • Debt totaled $4.28 billion; the company reported compliance with debt covenants at year-end. Credit-facility availability was $1.52 billion, limited to $803.5 million by the leverage covenant. Management identified reducing leverage as a priority.
  • Key exposures include cyclical industrial and energy demand, currency and commodity movements, execution of restructuring and acquisitions, and seasonal/weather-sensitive sales. Legal and contingent exposures include about 3,800 asbestos claims (about 3,300 associated with the sale business), environmental matters, and uncertain tax liabilities. The company recorded $228.3 million of asbestos liabilities and $108.5 million of related insurance receivables, primarily in held-for-sale balances.
  • Goodwill and intangible assets totaled $5.85 billion, about 51% of total assets; impairment estimates depend on forecasts and valuation assumptions. A $13.3 million non-cash trade-name impairment was recorded in 2016. Pentair reported no material weakness in internal financial controls; the auditor issued an unqualified opinion.

Investor verification priorities

  • Confirm the Valves & Controls sale closed on the expected terms and timing, and assess actual proceeds, transaction adjustments and debt repayment.
  • Track core sales trends by segment, especially industrial, energy, agricultural and project demand, separately from acquisition-driven growth and currency effects.
  • Assess cash conversion, working-capital requirements, capital spending, debt reduction and headroom under the leverage covenant.
  • Review asbestos claim developments, insurance recoverability, environmental reserves and the potential outcomes of tax audits and the tax-sharing agreement.
  • Evaluate the assumptions supporting goodwill and intangible-asset valuations and the expected benefits of restructuring and integration initiatives.
