Annual sales rose 12.6%, driven by volume; operating income increased about 52%. Gross margin improved 1.5 percentage points, reflecting higher volume and fixed-cost absorption, restructuring savings, and operating initiatives, partly offset by material and labor inflation. Free cash flow was 106% of net income, using the company’s non-GAAP definition. Cash and cash equivalents were $46.1 million; current assets were $1,069.3 million and current liabilities $546.8 million. The $800 million revolving facility had $702.5 million available; the company reported covenant compliance and no commercial paper outstanding.

Material changes versus the prior comparable period

  • Water Group sales increased 10.5% to $2,041.3 million; segment operating income rose to $231.6 million from $163.7 million. Growth included residential-related recovery, emerging-market sales, and the Gulf Intracoastal Waterway project.
  • Technical Products sales increased 17.1% to $989.5 million; segment operating income rose to $151.5 million from $100.4 million, reflecting recovery across industrial, communications, electronics, energy, and infrastructure markets.
  • Debt declined by $98.2 million year over year. Net interest expense fell 12.2% to $36.1 million.
  • Water backlog fell 30.0%, primarily due to completion-related reductions in large municipal projects; Technical Products backlog rose 35.1%. Total backlog declined 14.6% to $340.6 million and generally represents less than 60 days of shipments.

Outlook, commentary, risks, and unusual items

  • Management expected 2011 free cash flow to exceed continuing-operations net income and forecast a 32%–32.5% effective tax rate. Planned 2011 capital expenditures were $60–$65 million; pension contributions were expected at $25–$30 million.
  • Management anticipated modest housing improvement and volume benefits from stabilization, new products, and expanded distribution, while noting that housing weakness could persist and Pentair’s participation historically lags housing trends. It expected non-residential construction declines to moderate to about 5% in 2011 from about 10% in 2010.
  • Key exposures include economic and construction-market weakness, competitive pricing, raw-material inflation, seasonality and weather, foreign exchange and international operations, acquisition integration, litigation and product liability, environmental obligations, and potential impairment of substantial goodwill and intangible assets. Goodwill and intangibles totaled about $2.52 billion, or 63.4% of assets; one reporting unit had limited valuation headroom.
  • The company recorded a $3.2 million liability for a recall involving products from its former Tools Group ($2.0 million net of tax). Environmental reserves were $1.3 million. Standby letters of credit and bonds totaled $116.5 million, versus $51.2 million a year earlier. Management said material adverse outcomes from disclosed litigation were unlikely, while acknowledging uncertainty.
  • No goodwill impairment was recorded in 2010; a $11.3 million trade-name impairment was recorded in 2009. Pentair received insurance proceeds related to the Horizon litigation and other legal settlements in 2010; the filing does not state a clear total amount. The 2008 Horizon settlement had produced a $20.4 million charge.
  • The company planned to increase its 2011 annual dividend to $0.80 per share from $0.76 in 2010. Independent auditors issued unqualified opinions on the financial statements and internal control; management also concluded internal controls were effective.

Important facts for investors to verify

  • Confirm the registrant and reporting period: this filing is for Pentair, Inc. and fiscal 2010, not a Pentair Plc Q4-only filing.
  • Assess whether 2010’s growth and margin recovery can persist if housing, construction, or industrial demand weakens, and track material-cost pass-through and segment backlog.
  • Review debt maturities, revolving-facility renewal before its June 2012 expiry, pension funding needs, and the assumptions behind management’s free-cash-flow outlook.
  • Evaluate impairment sensitivity given goodwill and intangible concentration, and monitor pension, recall, environmental, and litigation exposures.
  • The selected financial data reports shareholders’ equity of $2,202.0 million, while the consolidated balance sheet reports $2,205.0 million; verify the correct figure against the filed statements.
