Fiscal 2014 fourth-quarter sales were $642.2 million, gross profit was $348.6 million and net income was $114.3 million. Fourth-quarter basic and diluted EPS was $1.91.

Cash and cash equivalents were $819.5 million at September 30, 2014, compared with $564.7 million a year earlier. Working capital was $1.104 billion. Capital expenditures were $34.1 million, and management expected fiscal 2015 capital expenditures of $60 million to $65 million.

Debt, Liquidity and Capital Allocation

  • Total debt was $7.273 billion, including $3.873 billion of term loans, $2.850 billion of senior subordinated notes due 2020, 2021, 2022 and 2024, and $200 million outstanding under the trade receivable securitization facility.
  • Debt was approximately 7.0 times EBITDA As Defined. Stockholders’ deficit was $1.556 billion, principally reflecting substantial special dividends and leverage.
  • The company had $413.2 million of unused borrowing capacity under its revolving facility, subject to conditions, and $25 million of unused capacity under the receivables securitization facility.
  • Fiscal 2014 financing included $2.326 billion of net proceeds from new notes, $805.4 million of credit-facility proceeds and $199.2 million from receivables securitization. These proceeds funded, among other items, the redemption of the 2018 Notes and a $1.451 billion special dividend and dividend-equivalent payments.
  • The company repurchased 909,700 shares for approximately $159.9 million. It does not anticipate regular quarterly or annual dividends; future special dividends remain discretionary and subject to debt restrictions.
  • Floating-rate debt exposure was partially hedged with interest-rate swaps. A one-percentage-point increase in rates was estimated to increase annual interest expense by approximately $38.7 million before considering hedges.

Material Changes Versus the Prior Comparable Period

  • Organic sales increased 8.1%, while acquisition sales contributed $292.5 million, producing total sales growth of 23.3%.
  • Power & Control sales increased 23.5% to $1.077 billion; Airframe sales increased 26.2% to $1.200 billion; Non-aviation sales declined 5.2% to $95.5 million.
  • Commercial aftermarket sales, commercial OEM sales and defense sales all increased organically. Management attributed growth to higher aftermarket demand, commercial aircraft production and defense sales.
  • Gross margin declined because acquired businesses generated approximately 37% gross margins, below the consolidated margin, reducing the company-wide margin by approximately two percentage points.
  • Operating margin was broadly stable at 39.1% versus 38.9%, helped by lower selling and administrative expenses as a percentage of sales, despite higher amortization.
  • Interest expense increased 28.4% to $347.7 million as average borrowings increased. A $131.6 million refinancing charge, including a $121.1 million premium to redeem the 2018 Notes, materially reduced net income.
  • Net income grew only 1.4% despite strong operating growth because of higher interest expense and refinancing costs. Management estimated the refinancing reduced fiscal 2014 net income by $90.1 million after tax, or $1.58 per share.
  • Backlog increased to $1.195 billion from $1.081 billion, primarily due to acquisitions. Most backlog was scheduled for delivery within twelve months, but orders could be cancelled or deferred.

Guidance, Outlook, Risks and Unusual Items

Management expected continued positive commercial transport trends in fiscal 2015, supported by revenue passenger mile growth and higher Boeing and Airbus production. Growth could moderate as production increases flatten. Business jet demand remained sluggish, while defense sales were expected to be flat to modestly down because of budget uncertainty.

Management stated that existing operations, internally generated cash and revolving capacity should fund operations, capital expenditures, research and development and debt obligations through at least fiscal 2015, absent disruptive events. This assessment depends on continued operating performance and access to financing.

  • Key risks include substantial leverage, refinancing needs, variable interest rates, restrictive debt covenants and the possibility that cash flow may be insufficient to service debt.
  • Demand is exposed to airline profitability, flight hours, revenue passenger miles, aircraft fleet size and age, OEM production, defense budgets and geopolitical conditions.
  • Boeing accounted for approximately 13% of fiscal 2014 sales, and the top ten customers accounted for approximately 43%.
  • Government contracts may be terminated, reduced or audited, and export approvals and aerospace certifications are required for many products.
  • Environmental remediation liabilities were $23.3 million at September 30, 2014. Management did not expect unaccrued environmental costs to materially affect financial condition, but estimates remain uncertain.
  • Goodwill was $3.525 billion and identifiable intangible assets were approximately $1.217 billion. No goodwill impairment was recorded; reporting-unit fair values exceeded carrying values by at least 19% at the annual test date.
  • The filing includes a $131.6 million refinancing charge, acquisition-related costs, purchase-accounting inventory adjustments and non-cash stock compensation. These items affect comparability with prior periods and EBITDA As Defined.
  • Management and the auditors concluded that disclosure controls and internal control over financial reporting were effective. Airborne and EME, representing approximately 6% of total assets and sales, were excluded from management’s internal-control assessment while being integrated.

Important Facts for Investors to Verify

  • Reconcile reported net income and EPS with the substantial dividend-equivalent payments to option holders and the fiscal 2014 refinancing charge.
  • Evaluate debt-service capacity using GAAP operating cash flow, scheduled interest payments, maturities and covenant requirements rather than EBITDA As Defined alone.
  • Assess whether acquired businesses can approach TransDigm’s historical margins and whether acquisition-driven growth increases integration, goodwill and leverage risk.
  • Monitor commercial aftermarket demand, OEM production rates, defense spending and the concentration of sales among major customers.
  • Review the $1.195 billion backlog for delivery timing, cancellation or deferral provisions and the portion attributable to acquisitions.
  • Verify the company’s fiscal 2015 capital-expenditure expectation of $60 million to $65 million and its liquidity assessment through at least fiscal 2015.
  • Review environmental, tax, product-liability and government-contract contingencies, including the ongoing tax examinations and environmental remediation sites.
