Ubiquiti Inc. quarterly report, Q3 FY2018

Ubiquiti Networks, Inc. — Form 10-Q

Reporting period: Quarter and nine months ended March 31, 2018 (fiscal 2018 Q3). The request metadata says “2017 Q3,” but the filing covers fiscal 2018 Q3. Amounts below are in U.S. dollars; financial statement figures are rounded to millions.

Business context

  • Product mix: Enterprise Technology revenue rose 32% in the quarter and 37% over nine months, to $149.5m and $406.4m, respectively. Service Provider Technology revenue fell 4% in the quarter to $100.9m and was essentially flat at $340.7m over nine months. Enterprise Technology accounted for 60% of quarterly revenue, versus 52% a year earlier.
  • Cash flow: Nine-month operating cash flow was $285.1m, compared with $65.9m a year earlier. Cash from operations included significant working-capital movements, notably a $102.3m increase in taxes payable and a $46.5m decrease in inventory. Investing cash outflow was $7.3m; financing cash outflow was $191.2m.
  • Cash and balance sheet: Cash and equivalents were $690.8m, up from $604.2m at June 30, 2017. Total current assets were $1,019.5m and current liabilities $152.5m. Total liabilities were $754.9m, up from $370.9m.
  • Debt: At March 31, principal term-loan debt was $493.8m; there were no revolver borrowings against the $400m revolving facility. Balance-sheet debt, net of issuance costs, was $490.9m. The term loan’s stated interest rate was 3.88% at quarter-end. The credit agreement requires a maximum leverage ratio of 3.25:1 and minimum liquidity of $250m.
  • Capital returns: The company repurchased $381.9m of shares during the nine months and reported 74.6m shares outstanding at March 31. It subsequently repurchased an additional $39.4m during fiscal Q4 through May 7.

Material changes and unusual items

  • Quarterly net income benefited from a $22.6m income-tax benefit, including $28.4m of excess tax benefits from stock-based compensation. Nine-month income-tax expense was $103.3m, versus $18.0m a year earlier, primarily due to provisional Tax Act charges: $110.5m for the repatriation tax and $2.3m for deferred-tax remeasurement. The repatriation-tax estimate remains provisional; the company reported $114.9m of related obligations.
  • Nine-month gross margin declined chiefly because of inventory obsolescence, vendor-deposit and purchase-commitment charges associated primarily with FrontRow, whose sales were below expectations. The cash-flow statement reports a $15.1m provision for vendor deposits and purchase commitments and a $2.4m inventory-obsolescence provision.
  • Revenue growth was led by UniFi and broader Enterprise Technology adoption. Management cited continued product development and cost-reduction efforts; it also said R&D spending is expected to rise over time. No specific revenue or earnings guidance was provided.
  • The January 2018 refinancing established a $500m term facility and $400m revolver, maturing January 2023. The filing estimates that a sustained 200-basis-point increase in floating interest rates would add about $9.9m to pretax expense over the next 12 months.

Outlook, risks and contingencies

  • Management said cash, operating cash flow and available credit should be sufficient for working capital and capital expenditures for at least 12 months. Results remain exposed to uncertain distributor and end-customer demand, channel inventory, product launches, competition, supply-chain constraints and product mix.
  • The SEC had issued subpoenas to the company and certain officers seeking information on topics including community metrics, accounting, financial information, auditors, trade practices and distributor relationships. The investigation was ongoing; timing and outcome were not predictable.
  • Pending matters include Synopsys litigation (the company said it could not estimate potential loss), Vivato patent litigation (stayed pending patent-review proceedings), three securities class actions and a shareholder derivative action. The company said it could not estimate losses for these matters.
  • Other material exposures include $26.3m of inventory purchase obligations, $17.5m of operating-lease commitments and unrecognized tax benefits of $28.6m plus $2.3m accrued interest. Management reported disclosure controls were effective as of March 31, 2018.

Important facts for investors to verify

  • Clarify the reporting-period label: the filing is for fiscal 2018 Q3, not 2017 Q3.
  • Track the final Tax Act accounting and cash-payment schedule for the provisional repatriation tax, and the effect of tax rules on future effective tax rates.
  • Assess whether FrontRow-related inventory and purchase-commitment charges recur, and whether Enterprise Technology growth offsets flat or declining Service Provider Technology sales.
  • Monitor the SEC investigation and litigation developments, including any impact on expenses, disclosures or business practices.
  • Review debt, covenant headroom, floating-rate exposure and the scale of repurchases relative to cash generation and liquidity needs.
