ADP Form 10-Q Summary

Reporting period: Three months ended September 30, 2023, ADP’s fiscal 2024 first quarter. The filing metadata’s “2023 Q1” label does not match the period shown in the filing. Amounts are in U.S. dollars; financial statement amounts are in millions unless stated otherwise.

Business context and results

ADP provides cloud-based human capital management technology and payroll, HR outsourcing, and global services. Its reportable segments are Employer Services and PEO Services. Total revenue grew 7% to $4,512.4 million (also 7% organic constant currency), reflecting new business, client retention, pricing, higher client-funds interest revenue, and growth in pass-through benefits.

Segments and operating drivers

  • Employer Services: Revenue increased 9% to $3,046.4 million; pretax earnings rose 17% to $1,008.5 million, and margin expanded 220 bps to 33.1%. U.S. pays per control grew 2%.
  • PEO Services: Revenue increased 3% to $1,469.6 million, including $976.7 million of zero-margin benefits pass-throughs. Revenue excluding those pass-throughs rose 2% to $492.9 million. Pretax earnings fell 3% to $222.9 million and margin declined 90 bps to 15.2%; average worksite employees grew 2%.
  • Interest revenue on client funds increased to $201.7 million from $141.0 million, with average client-funds yield rising to 2.6% from 1.9% and average balances increasing 5.9% to $31.1 billion.

Cash flow, balance sheet, and liquidity

  • Operating cash flow was $326.5 million. The filing attributes the year-over-year decline primarily to working-capital timing, including receivables collections. Investing cash flow was $(216.1) million; financing cash flow was $(1,903.7) million, driven largely by a $1,374.9 million net decrease in client-funds obligations, dividends, and share repurchases. Client-funds timing materially affects reported cash flows.
  • Cash and cash equivalents were $1,441.4 million at September 30, down from $2,083.5 million at June 30. Funds held for clients were $34,762.9 million, against client-funds obligations of $37,098.8 million; these client-related balances support payroll and other payment obligations.
  • Long-term debt was $2,989.8 million, principally $3.0 billion of fixed-rate notes maturing in 2025, 2028, and 2030. No commercial paper or committed credit-facility borrowings were outstanding at quarter-end. Reverse-repurchase obligations were $343.8 million.
  • ADP reported $9.7 billion of committed credit facilities and stated that corporate and client-funds liquidity was sufficient. Capital expenditures were $42.2 million for the quarter; fiscal 2024 guidance is $200–$225 million.
  • Available-for-sale securities had $2,355.8 million of gross unrealized losses at September 30, mostly on securities held in a loss position for over 12 months. ADP said the portfolio was investment grade and described its objectives as safety of principal, liquidity, and diversification.

Material changes, outlook, and risks

  • Interest expense rose 79% to $91.6 million, principally because average rates on commercial paper and reverse repos increased to 5.3% from 2.3% and 2.4%, respectively. A 25-basis-point rate change in short- and intermediate-term rates would have an estimated $17 million impact on pretax earnings over the following 12 months, according to the filing.
  • Other income included a $14.6 million gain on sale of a building. Higher product development, service, implementation, and selling expenses partly offset operating efficiencies and client-funds interest growth.
  • Management cited product investment and transformation as priorities, and reported adding generative-AI features, acquiring workflow automation and data integration tool Sora, acquiring a Swedish payroll business, and launching Roll in Ireland. It reported no specific revenue or EPS guidance in this filing.
  • Key stated risks include client retention and sales, competition, technology and AI changes, cybersecurity and system disruption, regulation, economic and interest-rate conditions, foreign exchange, staffing, acquisitions, and access to financing. ADP said risk factors had not materially changed from its fiscal 2023 Form 10-K.
  • A putative ERISA class action concerning the ADP TotalSource Retirement Savings Plan remains in early stages; ADP said it could not estimate a reasonably possible loss. Management did not expect other claims and proceedings, individually or in aggregate, to materially adversely affect results, financial condition, or cash flows.

Important facts for investors to verify

  • Confirm the quarter being compared: this is the quarter ended September 30, 2023, not a calendar-year first quarter.
  • Assess how much revenue and earnings growth reflects client-funds yields and whether those yields persist as rates and investment balances change.
  • Monitor PEO profitability, workers’ compensation estimates and reinsurance, and the effect of zero-margin pass-through growth.
  • Review operating cash-flow working-capital timing alongside client-funds movements; reported cash flows are affected by those movements.
  • Track unrealized investment losses, funding access and interest-rate exposure, as well as the ERISA litigation and other contingencies.
