Material changes and management commentary

  • Loan growth supported higher net interest income: average loans rose 8.2% year over year to $787 million. Management reported record loan and deposit balances, with loans up $72 million and deposits up $28 million since Q1 2013.
  • Earnings declined as reduced mortgage-banking revenue, higher expenses and the absence of the prior-year loan-loss provision credit outweighed loan growth. Mortgage gains fell $0.285 million, which management attributed to higher mortgage rates, lower refinance activity and severe winter weather. Trust and advisory fees increased with growth in assets under management.
  • Management cited higher legal, recruitment and outsourced-technology costs, and increased winter utility and snow-removal expenses. It identified approximately $1 million of non-interest expense savings for 2014, some potentially to be reinvested in growth initiatives. This is a target, not a reported result.
  • Management expects to maintain strong capital during 2014 and stated that capital should be more than adequate for Basel III requirements taking effect beginning January 1, 2015. No specific earnings guidance was provided.

Risks, contingencies and unusual items

  • Management highlighted slow economic recovery, interest-rate and mortgage-prepayment changes, commercial real estate and other credit risks, competition, and regulatory changes. A 100-basis-point rate decrease was modeled to reduce net interest income 3.6%; a 200-basis-point increase was modeled to raise it 1.4%.
  • The 25 largest credits represented 27.8% of loans. The allowance depends on management estimates and judgments; adverse changes in credit conditions could require additional provision expense.
  • The former CEO of West Chester Capital Advisors departed in January 2014, and the company is litigating alleged breaches of employment-agreement provisions and other claims. Management said the departure and litigation disrupted some customer relationships and could result in a future non-cash goodwill impairment; the timing and amount, if any, were indeterminable.
  • Outstanding commitments to extend credit were approximately $164.0 million, with $13.2 million of standby letters of credit. The company stated that routine claims and these commitments were not expected to have a material adverse effect.
  • Management reported effective disclosure controls and no material change in internal control over financial reporting during the quarter.

Important facts for investors to verify

  • Whether loan and deposit growth can continue without weakening underwriting or asset quality, particularly given concentration in the 25 largest credits.
  • Whether management achieves the approximately $1 million 2014 expense-savings target and whether savings are offset by growth investments or ongoing vendor costs.
  • Developments in the West Chester Capital Advisors litigation, customer retention and any resulting goodwill impairment.
  • Future net interest margin and mortgage-banking performance under changing interest rates, prepayment activity and local economic conditions.
  • The timing and conditions for the subsidiary bank to resume dividends to the holding company; management expected this could occur in the second half of 2014.
  • Progress toward Basel III compliance and the company’s ability to sustain capital, liquidity and common dividends as the balance sheet grows.
