- Euro Tech reported no short-term debt or bank indebtedness in FY2011. It had $1.154 million in available banking facilities at year-end, including amounts used for guarantees; a new March 2012 facility agreement is also described.
- Cash fell by $0.791 million. Investing activities provided $1.097 million, including $0.779 million of affiliate dividends and proceeds from a property sale; financing activities used $0.094 million, mainly treasury-share purchases.
- Cash plus restricted cash was $5.585 million at year-end. Accounts receivable were $3.744 million and inventory was $0.583 million, down from $1.320 million.
Material changes and operating drivers
- Revenue declined 9.4%; trading and manufacturing revenue fell $2.308 million, partly offset by a $0.216 million increase in engineering revenue. Management attributed trading weakness principally to suppliers selling directly or through other China distributors, including the loss of the Siemens distributorship.
- Gross margin contracted by 1.5 percentage points, with management citing weaker engineering margins. Selling and administrative costs fell 7.8% to $6.565 million, but operating loss widened as gross profit declined.
- The company’s $0.521 million attributable net income followed a $1.087 million attributable loss in 2010 despite continued operating losses. The improvement reflected higher equity-method affiliate earnings, reduced overhead, a $0.328 million gain on disposal of fixed assets, and a tax benefit. Consolidated net loss before attribution to non-controlling interests was $0.010 million.
- Trading and manufacturing revenue was $11.437 million versus $13.745 million; engineering revenue was $8.776 million versus $8.560 million. The engineering segment recorded an $0.802 million operating loss, compared with $0.354 million operating income in 2010.
- Equity-method affiliate earnings rose to $1.131 million, principally from Blue Sky. The company held a 20% interest; Blue Sky’s reported net sales increased to RMB291.992 million from RMB166.732 million. Euro Tech also received $0.779 million in Blue Sky dividends.
Outlook, risks and unusual items
- Management planned to concentrate trading in Hong Kong, Macau and Guangdong, focus on chemical-reagent manufacturing, and target manufacturing-facility break-even in FY2012. It reported three first-quarter 2012 engineering contracts worth approximately $3.5 million. These are management plans and reported orders, not a formal earnings forecast.
- Management expected approximately $0.5 million of FY2012 R&D spending; ballast-water-treatment R&D is expected to continue. Land and sea trials were planned, but commercial orders and successful certification were uncertain. Management cautioned that product-development spending may not be recovered for about two years.
- The Pact-Yixing Middle East joint venture was being liquidated after unsatisfactory returns; its FY2011 operating loss was approximately $0.632 million. Related liquidation expenses and ballast-water R&D contributed to higher engineering expenses. Inventory obsolescence provisions were $0.209 million, versus $0.065 million in 2010.
- A fatal 2010 work-site traffic accident led to litigation. The company prevailed at trial, but one plaintiff appealed; the hearing was scheduled for April 23, 2012. Management intended to defend the case. Separately, Blue Sky disclosed customer collection disputes and a supplier claim; its financial statements state that the unsettled customer claims were fully provided for.
- Key risks include continuing revenue and operating losses, supplier and distributor competition, customer/project delays, PRC and Hong Kong economic and regulatory conditions, currency movements, and dependence on management. The filing’s market-risk discussion says the company did not adequately hedge currency exposures; financial-statement notes state no derivatives were outstanding in 2011 or 2010.
- Euro Tech reported effective disclosure controls and internal control over financial reporting based on management’s assessment; the auditors did not express an opinion on internal-control effectiveness. The annual financial statements received an unqualified audit opinion.
- After year-end, the company effected a 2-for-11 reverse share split to address Nasdaq’s bid-price requirement and reported regaining compliance in February 2012. The filing also says Blue Sky applied for an IPO in China, subject to government approval and completion.
Most important facts for investors to verify
- Whether revenue declines have stabilized and whether supplier losses continue to pressure the trading business and margins.
- Whether engineering contracts convert to recognized revenue and cash collections, especially given negative operating cash flow and project-related working-capital needs.
- The sustainability and cash convertibility of affiliate earnings and dividends, including Blue Sky’s growth, receivables, borrowing and any IPO progress.
- Progress and funding for ballast-water-treatment development, the stated FY2012 manufacturing break-even target, and the reported first-quarter contract awards.
- Outcome of the appealed accident litigation, Blue Sky collection/supplier disputes, and any related liabilities or further provisions.
- Reconciliation of share counts and per-share data after the reverse split, and the company’s ongoing Nasdaq listing compliance.
