Gross margin improved despite lower sales, aided by cost reductions, manufacturing efficiencies, and lower technology amortization; higher inventory obsolescence partly offset these benefits. Operating expenses rose mainly from increased sales, marketing, and R&D headcount and spending on iDigi and other strategic initiatives. General and administrative expense also reflected higher bad-debt expense.

Cash and cash equivalents were $42.6 million at December 31, 2011. Cash plus short-term marketable securities totaled $96.7 million, versus $106.2 million at September 30, 2011; management attributed the decline primarily to purchases of longer-term marketable securities. Working capital was $135.2 million, down from $142.7 million. Total liabilities were $20.9 million, with no debt balance shown. Total assets were $281.9 million and stockholders’ equity was $261.1 million.

Investing activities used $12.0 million, primarily reflecting net purchases of marketable securities; financing activities provided $0.5 million. Cash declined by $12.1 million during the quarter, including an $0.9 million adverse effect from exchange rates. Management said available cash, investments, operating cash generation, and potential access to financing should fund operations for the next twelve months and beyond. Fiscal 2012 capital expenditures were estimated at approximately $4.3 million.

Changes and operating trends

  • Thailand flooding reduced quarterly revenue by approximately $3.0 million and diluted EPS by about $0.05, including costs to restore limited production. Digi estimated the gross-profit impact at $1.9 million.
  • Non-embedded sales fell 8.8% to $24.8 million; embedded sales rose 3.4% to $21.8 million. Wireless sales declined 1.8% to $19.8 million, while wired sales fell 4.6% to $26.8 million.
  • North American sales were essentially flat. EMEA sales declined 8.7%, which management attributed partly to economic weakness in Europe; Asia sales declined 8.4%.
  • The effective tax rate was 30.1%, compared with 13.7% a year earlier. The prior-year quarter benefited from $0.6 million of discrete tax benefits, versus $0.1 million in the current quarter. The current period also included a $0.1 million gain on sale of an investment and a restructuring charge.

Outlook, risks, and contingencies

  • Management expected Thailand’s full-year FY2012 impact to be minimal for revenue and less than one percentage point for gross margin, but cautioned that available manufacturing capacity could change.
  • Digi expected wireless products to grow proportionately faster than wired products and identified energy management, fleet tracking, medical monitoring, and storage-tank monitoring as target markets. No specific revenue or earnings forecast was provided.
  • The Breisach, Germany manufacturing restructuring was expected to cost approximately $0.5 million pre-tax in total; $0.2 million was recorded in this quarter and a further $0.1 million was expected in the second quarter. Manufacturing there ceased at the end of December 2011; sales and R&D continue at the facility.
  • The final appeal in the NetSilicon IPO litigation was dismissed January 10, 2012, making the settlement final. At quarter-end, Digi had accrued $300,000 and recorded a $50,000 insurance receivable; the stated deductible was $250,000 per claim, with possible further insurer reimbursement.
  • A SIPCO patent-infringement case remained unresolved; Digi said it could not predict the outcome or estimate a possible loss. The filing said other ordinary-course claims were not expected to materially harm results or financial condition.
  • Key disclosed risks include competition, technology changes, product pricing and acceptance, reliance on distributors and contract manufacturers, product defects, litigation, global economic conditions, supply-chain disruption, acquisition benefits, and foreign-currency and investment-credit risks. Digi reported no material change in previously disclosed risk factors.

Important facts for investors to verify

  • Whether production capacity and customer deliveries recovered from the Thailand flooding, and whether the projected limited full-year impact was achieved.
  • Whether revenue weakness in non-embedded products, Europe, and certain large-customer buying patterns persisted.
  • Whether higher operating spending produced growth in iDigi and other strategic initiatives, and whether margins recovered.
  • How operating cash flow and working capital developed after the quarter’s sharp cash-flow decline.
  • The ultimate cost and timing of the Breisach restructuring, and the resolution and potential financial exposure of the SIPCO litigation.
  • Whether marketable-security values, customer receivables, inventory obsolescence, or foreign-exchange movements created material losses or liquidity pressure.
