Revenue was generated mainly by 5G messaging. Cost of revenue was $6.806 million, or 98.9% of revenue, and management attributes it primarily to 5G SMS platform and cloud-platform supplier fees. Selling expenses were $84,447, general and administrative expenses were $693,060, and research and development expenses were $155,004. G&A declined 21.7% year over year; R&D increased 45.4%.
The reported net loss includes an $833,546 gain on disposal of Zhangxun, a subsidiary sold for RMB 2 (about $0.28). The gain reflected the subsidiary’s negative carrying net assets and involved netting intercompany receivables whose repayment the company says was uncertain. Excluding this discontinued-operation gain, the loss attributable to Datasea from continuing operations was $855,602.
Financing activities provided $8.080 million, including $8.061 million of net proceeds from common-stock issuance; investing activities used $365. The operating cash outflow included a $5.693 million increase in prepaid expenses and other current assets. Cash included $1.161 million held in RMB accounts in China, which the filing says is not freely convertible into foreign currencies.
At quarter-end, borrowings presented as short-term loans and current and noncurrent loan payables totaled approximately $2.550 million; operating lease liabilities totaled $52,148. The company also reported $494,927 due to related parties, payable on demand and without interest. Balance-sheet equity attributable to the company was $4.379 million, compared with a $3.519 million deficit at June 30, 2023.
Material changes and financing
- Revenue rose from zero in the prior-year quarter, but the new revenue stream generated only a 1.1% gross margin.
- Continuing-operations loss narrowed by about 22%, principally due to lower operating expenses and positive gross profit. The much smaller reported net loss chiefly reflects the Zhangxun disposal gain.
- Cash increased following equity financing. The company issued 10,289,101 shares during the quarter; shares outstanding increased from 27,784,133 at June 30 to 38,073,234 at September 30.
- Financing included 4.76 million shares sold at $1.20 each, for which the company reported receipt of RMB 40 million (about $5.71 million); a separate $4 million subscription for 2,962,963 shares, of which $714,286 had been paid and 529,101 shares issued as of the report date, with the balance due by March 2024; and a public offering of 5 million shares at $0.40 each, reported as producing $1.6 million net proceeds.
- Prepaid expenses and other current assets rose to $6.358 million, including $5.571 million of prepaid marketing expense. Two acoustic-product marketing partners received prepayments of approximately $2.089 million and $1.671 million, subject to their sales targets and repayment terms. A separate $1.811 million prepayment to Guorui Innovation was associated with an agreement terminated October 9, 2023; the parties agreed it would be repaid to a lender on Datasea’s behalf to settle company debt.
Outlook, risks and controls
The filing provides no quantified company-wide revenue or earnings guidance. Management’s stated priorities include expanding 5G messaging, improving its margins, developing acoustic products, and entering U.S. and other international markets. It reported U.S. product testing and certification efforts, distributor discussions, and an Amazon store registration, with commercial sales dependent on certification and execution. These are plans, not assured results.
Management and the auditor-highlighted financial statements identify recurring operating losses and substantial doubt about the company’s ability to continue as a going concern. The company reported an accumulated deficit of $28.09 million and quarterly operating cash use of $6.744 million. Management expects to rely on revenue growth and further financing, but states there is no assurance funding will be available on acceptable terms or that operations will become profitable; additional equity financing may dilute shareholders.
Other risks include the low margin and customer/supplier economics of 5G top-up services; execution and recovery risks on large marketing prepayments and sales targets; dependence on China operations and contractual VIE arrangements; currency conversion constraints; and the need to obtain U.S. product certifications and establish overseas sales. The filing says there were no material contingencies or pending legal proceedings.
Disclosure controls and procedures were assessed as ineffective. Reported material weaknesses include inadequate segregation of duties and risk assessment, insufficient U.S. GAAP-trained personnel, and inadequate written accounting and SEC-reporting procedures. Management described remediation measures, but the filing does not establish that the weaknesses have been fully resolved.
Important facts for investors to verify
- Whether 5G messaging revenue can be sustained and whether gross margin can improve materially from 1.1%; also confirm customer concentration and the economics of the large pass-through service costs.
- Collection, recoverability, and contractual protections for the $6.358 million prepaid/current-asset balance, particularly marketing advances and the terminated Guorui agreement.
- Receipt of the unpaid balance on the $4 million share subscription by its March 2024 deadline, and reconciliation of the reported financing proceeds, issued shares, and offering expenses.
- Near-term cash needs, debt maturities and repayment terms, including the approximately $1.880 million unrelated-party loan described in the notes and amounts due to related parties.
- Progress on going-concern remediation, operating cash flow, and any additional financing or dilution.
- Progress toward U.S. certifications, actual overseas sales, and resolution of the disclosed internal-control material weaknesses.
