EBAY INC quarterly report, Q1 FY2016

eBay Inc. — Q1 2016 Form 10-Q

Reporting period: Three months ended March 31, 2016. eBay reported Marketplace, StubHub and Classifieds as one operating segment. PayPal and Enterprise were classified as discontinued operations; Q1 2015 continuing-operation comparisons therefore exclude those businesses, while prior-year net income included discontinued-operation income.

Net cash used in continuing investing activities was $1.075 billion, including $158 million of property and equipment purchases and net investment purchases. Continuing financing provided $1.222 billion, principally from $2.216 billion of net debt proceeds, partly offset by $1.001 billion of share repurchases. Cash increased $854 million during the quarter.

Cash, cash equivalents and short- and long-term investments totaled approximately $11.4 billion on the balance sheet, including equity investments. Management separately cited $10.3 billion of cash and non-equity investments. Of approximately $6.9 billion held by non-U.S. subsidiaries, $4.8 billion was available for U.S. use without additional U.S. income taxes beyond amounts accrued; other foreign funds were designated indefinitely reinvested. Management said available resources and expected operating cash flow were sufficient for foreseeable needs.

Business trends and changes versus prior year

  • Total GMV was $20.450 billion, up 1% reported and 5% FX-neutral. Marketplace GMV rose 1% reported and 4% FX-neutral; StubHub GMV rose 29%.
  • Transaction revenue increased 1% to $1.677 billion. Marketplace transaction revenue fell 2% to $1.500 billion despite 1% GMV growth; its take rate declined to 7.66% from 7.89%, reflecting incentives and mix. StubHub transaction revenue grew 34% to $177 million, with take rate rising to 20.37% from 19.56%.
  • Marketing services and other revenue grew 17% to $460 million, with 19% FX-neutral growth, led by Marketplace referral and advertising revenue and Classifieds growth.
  • Cost of revenue rose 16% to $477 million, or 22.3% of revenue versus 19.9%, due mainly to payment-services transaction fees and continued investment in site operations and data centers. The filing notes that some PayPal-related payment costs were not in the prior-year continuing-operation comparison.
  • General and administrative expense fell 31% to $209 million, primarily because prior-year expense included restructuring costs and PayPal-distribution-related costs. Q1 2015 included $60 million of restructuring costs; none were recorded in Q1 2016. Transaction-loss provision declined 25% to $52 million, primarily on lower customer-protection costs.

Outlook, risks and unusual items

  • The filing provides no specific numerical revenue, earnings or margin guidance. Management expects platform transaction activity to continue reflecting general consumer buying patterns and said it expects, subject to market conditions and uncertainties, to continue opportunistic repurchases. About $836 million remained authorized at quarter-end.
  • eBay issued $2.25 billion principal amount of senior notes: $750 million due 2018 at 2.50%, $750 million due 2022 at 3.80%, and $750 million due 2056 at 6.00%. It had no commercial paper outstanding, no borrowings under its $2 billion credit agreement, and $500 million of credit-agreement capacity available for other purposes. The company reported compliance with debt covenants; its ratings were investment grade with stable outlooks.
  • International operations and foreign exchange are material exposures. The stronger U.S. dollar weighed on reported revenue; management reported 6% FX-neutral versus 4% reported revenue growth. A hypothetical 20% adverse currency move was estimated to produce a $9 million pretax income impact after forward-contract offsets. A 100-basis-point interest-rate move was not expected to have a material impact on financial assets or liabilities.
  • Key disclosed risks include intense e-commerce competition, dependence on attracting buyers and sellers, mobile and technology execution, international and cross-border trade exposure, privacy and cybersecurity, fraud, regulation and litigation, tax examinations, and substantial indebtedness. The filing describes the 2014 data breach and related regulatory inquiries; no enforcement action had been announced, but future fines or other regulatory action remained possible.
  • StubHub’s antitrust and state-law suit against Ticketmaster and the Golden State Warriors had been dismissed; StubHub was appealing. The filing says legal accruals were not material and, apart from specified matters, reasonably possible monetary losses above accruals were not material; certain non-monetary outcomes could not be estimated.
  • Tax authorities were examining eBay for multiple years and jurisdictions. The company said unrecognized tax benefits could change significantly within 12 months but could not estimate the range of possible adjustments. No benefit or expense was recorded for the uncertain implications of the Altera tax decision.

Important facts for investors to verify

  • Whether FX-neutral growth and GMV trends translate into durable reported revenue growth, particularly given Marketplace take-rate pressure.
  • Whether higher cost of revenue and payment-services costs persist, and how operating-margin improvement develops after the prior-year restructuring comparison.
  • Debt maturities, interest expense and liquidity availability, including the location and tax treatment of foreign-held funds and the use of debt proceeds.
  • Share-repurchase pace and funding relative to operating cash generation, investment needs and leverage.
  • Developments in cybersecurity and privacy inquiries, tax examinations, StubHub litigation and other legal or regulatory matters.
