Material changes versus prior period
- Management attributed higher earnings mainly to stronger net interest income and non-interest income, lower non-interest expense and a lower loan-loss provision.
- Non-interest income growth included higher securities-sale gains, loan-sale gains and other operating income; loan sales were $32.7 million versus $21.9 million. Management said other operating income growth largely reflected fees and fair-value adjustments on customer interest-rate swaps.
- Average loans and earning assets increased year over year, although period-end loans were nearly unchanged from December 2014. Agricultural loans declined seasonally during the quarter.
- Non-accrual loans were broadly stable at $5.943 million versus $5.970 million at year-end. Total non-performing assets also edged down. There were no loans modified as troubled debt restructurings during Q1 2015.
Outlook, risks and unusual items
- The filing provides no specific earnings, revenue or margin guidance. Management discusses risks rather than a quantified forecast.
- Interest-rate exposure is material: under the company’s instantaneous parallel-rate model, estimated next-12-month net interest income falls 4.0% with a 1% rate increase and 7.6% with a 2% increase; it falls 2.6% and 4.8% with 1% and 2% decreases, respectively. The filing cautions that model assumptions and actual outcomes may differ.
- Management identifies credit quality, economic conditions, competition, interest rates, funding and parent-company liquidity, regulatory changes, cybersecurity, litigation and execution of acquisitions or other initiatives among the risks. Parent liquidity depends partly on subsidiary-bank dividends, which are subject to regulatory limits.
- Available-for-sale securities had $12.561 million of gross unrealized gains and $2.544 million of gross unrealized losses at quarter-end. Management attributed losses principally to interest-rate changes and said it did not intend, or expect to be required, to sell the securities before recovery.
- The company adopted proportional amortization accounting for qualified affordable-housing investments in Q1 2015; management said the impact was not material. It reported $0.128 million of net investment losses after tax credits in the income-tax line, including $0.161 million attributed to adoption.
- The company adopted the Basel III capital framework and elected to exclude most accumulated other comprehensive income components from regulatory capital. Management reported disclosure controls effective and no material first-quarter change in internal control over financial reporting.
Important facts for investors to verify
- Whether revenue and earnings growth can persist without relying on securities-sale gains and elevated loan-sale activity.
- Whether net interest margin pressure continues, particularly given management’s rate-sensitivity results and the share of variable-rate commercial and agricultural loans at interest-rate floors.
- Whether the allowance remains adequate as credit conditions, classified loans and charge-offs evolve; review the filing’s loan-quality detail and assumptions.
- Whether deposit growth is sustainable and the increased balance of larger time deposits affects funding costs or concentration.
- Whether the securities portfolio’s unrealized values, including Level 3 estimates, and the affordable-housing investment accounting have any material future effects.
