Automotive mirror shipments increased 11% to 23.832 million units; higher North American production and increased vehicle penetration were key contributors. Cost of goods sold rose to 66.1% of sales, reflecting customer price reductions and product mix, partly offset by purchasing savings. The company recorded a $5.0 million litigation settlement expense in Q4. Q4 sales were $260.3 million, gross profit $89.1 million, operating income $53.8 million, and net income $39.6 million; Q4 2011 sales were $260.3 million and net income $40.5 million.

At year-end, cash and cash equivalents were $389.7 million, working capital $656.7 million, and the current ratio 8.5. Total assets were $1.266 billion. Gentex had no outstanding debt and no long-term debt; it maintained an unused $5 million demand credit line. It declared $0.52 per share in dividends for 2012 and announced a quarterly rate of $0.14 per share in February 2013.

Material changes and notable items

  • Sales growth slowed from 25.4% in 2011 to 7.4% in 2012, while net income growth slowed from 19.6% to 2.4%; gross, operating, and net margins all declined.
  • Operating cash flow improved substantially, primarily due to working-capital changes, including a $28.8 million reduction in inventory. The company spent $117.5 million on capital expenditures and repurchased 1.972 million shares for $33.7 million.
  • Gentex settled all pending patent litigation with American Vehicular Sciences LLC (AVS) on December 28, 2012, and recorded $5 million of expense. It also obtained certain intellectual-property rights and agreed to royalties; related amortization and royalties were expected to reduce gross margin by about 35 basis points annually in the near term.
  • VW/Audi agreement names Gentex exclusive supplier of sourced interior and exterior auto-dimming mirrors through December 31, 2018. The company also reported that its Chrysler sourcing agreement runs through 2015.

Outlook, risks, and contingencies

  • Management estimated Q1 2013 revenue would decline approximately 5–10% year over year. It did not provide revenue guidance beyond Q1 because of uncertainty in vehicle production and customer order patterns.
  • For calendar 2013, management estimated SmartBeam and driver-assist unit shipments would rise 10–15%, while Rear Camera Display (RCD) mirror shipments would fall 25–35%. Four customers selected center-console radio displays as their primary rear-camera display location; two transitions were expected to affect shipments beginning in 2013 and two in 2014, with transitions occurring over multiple years.
  • Management forecast 2013 capital expenditures of approximately $50–60 million, primarily for production equipment. Two facility projects were expected to be completed in 2013.
  • Key risks include automotive cyclicality and Europe’s economic conditions, dependence on major automakers, pricing pressure, competition from integrated driver-assist and in-dash display systems, customer concentration, supply-chain disruption, customer or supplier financial distress, intellectual-property claims, and execution of new-product development. Five automotive customers each represented at least 10% of 2012 sales; together they accounted for 60%.
  • The final U.S. rear-camera rule remained pending after repeated delays, creating uncertainty for the RCD market. The company stated that ordinary-course legal matters were not expected to have a material adverse effect. It reported effective disclosure controls and internal control over financial reporting, with unqualified audit opinions.

Investor verification priorities

  • Verify the margin trajectory and whether purchasing savings, product mix, and customer price reductions continue to affect profitability.
  • Track 2013 revenue and shipment results against management’s Q1 estimate and full-year SmartBeam/driver-assist and RCD shipment outlook.
  • Assess the shipment and revenue exposure from the four customers shifting rear-camera displays away from Gentex’s mirror.
  • Review the effects of the AVS settlement, ongoing royalty obligations, and newly acquired intellectual-property rights on margins and cash flow.
  • Monitor customer concentration, European automotive demand, supply-chain conditions, and planned capital spending.
