Q2 revenue was nearly flat year over year, while the six-month total declined 2%. Q2 product revenue fell to $113.6 million from $117.2 million; service revenue rose to $19.1 million from $16.8 million. Video processing revenue increased 15% in Q2, but production and playout declined 19% and edge and access declined 16%. For the six months, service revenue increased 8%, while product-line results were mixed.
Gross margin fell three percentage points in both comparative periods. Management attributed the deterioration primarily to product mix and competitive pricing, and secondarily to lower revenue. Operating expenses were broadly stable: six-month R&D rose 3%, while SG&A declined 3%. Q2 net income was marginal despite an operating loss, reflecting a $2.4 million income-tax benefit; the six-month loss included a $3.0 million tax benefit.
Cash, liquidity and obligations
- At June 29, cash and cash equivalents were $92.4 million and short-term investments were $85.4 million, totaling $177.8 million. Current assets were $402.5 million and current liabilities were $107.8 million.
- Six-month operating cash flow was $28.2 million, compared with $9.1 million a year earlier. Investing used $21.8 million and financing used $4.9 million; cash increased $1.5 million to $92.4 million.
- The company reported no outstanding borrowings under its $10 million bank line and no borrowings during the six months. The line matures August 25, 2012. Harmonic reported compliance with its financial covenant; the covenant ratio was reported as 3.97 to 1 in MD&A, against a 1.75 minimum.
- There were $10.3 million of non-cancelable supplier and contract-manufacturer purchase commitments, $1.0 million of standby letters of credit and $59.0 million of future minimum operating lease payments. The filing reports no off-balance-sheet arrangements.
- Capital expenditures were $6.7 million for the half-year; management expected full-year 2012 capital expenditures of $12 million to $18 million.
Material changes and notable items
- International revenue declined 9% in both Q2 and the first half, mainly because of weaker EMEA demand, particularly in Europe. U.S. revenue increased 10% in Q2 and 7% for the half. International sales represented 54% of Q2 revenue and 53% of first-half revenue, versus 59% and 57%, respectively, in 2011.
- Comcast accounted for 18% of Q2 revenue and 14% of first-half revenue, versus 11% in the comparable 2011 periods. The ten largest customers generated about 37% of revenue in both 2012 periods.
- The company repurchased 1.6 million shares for $7.0 million at an average $4.35 per share under a $25 million authorization; $18.0 million remained available at quarter-end. Repurchased shares were retired.
- Cash from operating activities improved year over year, while net income turned to a loss for the first half. The filing attributes the cash-flow improvement in part to working-capital movements and noncash charges.
- Goodwill was $212.4 million. Although market capitalization at the June 29 closing share price of $4.26 was below the carrying value of net assets, management’s impairment analysis estimated fair value exceeded carrying value by about 18%; no impairment was recorded.
Outlook, risks and contingencies
- Management said reduced European market activity experienced in the first half could persist through the second half of 2012 and possibly beyond. International revenue is expected to remain a significant portion of sales. No specific revenue or earnings guidance was provided.
- Key operating risks include customer and industry concentration, dependence on customer capital spending, continued competitive pricing, product-mix pressure, and the timing and acceptance of new technologies and products. Management also cited seasonal purchasing, large individual transactions, and revenue recognition timing as sources of quarterly volatility.
- Harmonic relies on contract manufacturers and certain sole- or limited-source components. Supply disruption, shortages, higher expedited-shipping costs, or excess and obsolete inventory could affect delivery and margins.
- Avid Technology filed patent-infringement complaints concerning the Omneon Media Grid and Spectrum products, seeking injunctive relief and damages. Harmonic said it could not predict the outcome and warned an adverse result could materially affect its business and financial results. A separate Israeli contract lawsuit was dismissed in June 2012.
- Gross unrecognized tax benefits, including interest and penalties, were approximately $51.6 million at quarter-end. U.S. and Israeli tax audits were ongoing. The filing expects unrecognized tax benefits to decrease by $0.7 million over the following 12 months due to statute expirations, subject to possible tax-authority challenges.
- Investment risks include potential losses or impaired liquidity in adverse markets; management estimated a 10% interest-rate change would alter investment fair value by approximately $0.1 million. The filing also identifies foreign-exchange, geopolitical, natural-disaster, regulatory, acquisition and goodwill-impairment risks.
- Management stated disclosure controls and procedures were effective at a reasonable-assurance level as of quarter-end.
Important facts for investors to verify

- Whether the goodwill valuation cushion remained adequate if the share price or operating outlook weakened; the analysis relies on assumptions about future performance and valuation inputs.
