IPG PHOTONICS CORP annual report, FY2013

Business context and reporting period

IPG Photonics Corporation designs and manufactures fiber lasers, amplifiers, diode lasers and laser systems. Its products serve materials processing and other industrial, advanced, communications and medical applications; materials processing generated about 94% of 2013 sales. This is the Form 10-K for the fiscal year ended December 31, 2013. The filing also reports unaudited fourth-quarter results.

Available credit lines and overdraft facilities were reported at $61.8 million. The company was in compliance with its financial covenants. Cash from operations fell to $119.4 million, principally reflecting higher inventory investment and tax payments. The filing reports $197.3 million of cash held outside the United States.

Material changes versus the prior comparable period

  • Annual sales rose 15.2%; materials-processing sales increased 23.7%, led by high- and mid-power lasers for cutting and welding. Sales in other applications fell 44.2%, mainly after large advanced-application orders in 2012 and lower telecommunications sales.
  • Gross margin declined 1.7 percentage points, to 52.5%, amid product and geographic mix, higher OEM volume discounts, lower high-brightness laser sales, and increased inventory provisions.
  • Operating income increased 4.4%, but operating margin fell 3.4 percentage points as operating expenses grew faster than sales. R&D expense rose 32.7% to $41.7 million.
  • Net income attributable to IPG increased 7.4%; net margin declined from 25.8% to 24.0%.
  • Inventory increased to $172.7 million from $139.6 million. Provisions for excess or obsolete inventory rose to $15.1 million from $8.2 million.
  • Cash increased by $64.7 million, less than in 2012, while operating cash flow decreased by $55.9 million. 2012 cash flows included a $167.9 million public offering and a $33.4 million special dividend; no dividend was paid in 2013.

Outlook, risks and unusual items

Management anticipated shipping most of the approximately $265 million year-end backlog during 2014, and forecast approximately $70 million of 2014 capital expenditures, excluding acquisitions. Backlog included $132.6 million of firm-dated orders and $132.4 million of frame agreements; orders are generally cancellable and backlog is not necessarily predictive of future sales. The filing gives no specific revenue or earnings guidance.

Management described continued investment in manufacturing capacity, global sales and support, and product development, including UV, green, ultra-short-pulse and mid-infrared lasers. It identified growth opportunities in fiber-laser adoption and new applications, alongside risks from cyclical customer capital spending, competition and falling selling prices, high fixed costs and inventory exposure, and lengthy customer qualification and sales cycles.

  • China accounted for 29.7% of sales; the largest customer accounted for 11%, and the five largest accounted for 21%. Management highlighted exposure to economic and political conditions in China and Russia.
  • The company recorded a $2.8 million goodwill impairment related to its 2012 IPG Microsystems/JPSA acquisition and reduced contingent consideration, contributing $2.7 million of income. The 2013 Mobius Photonics asset acquisition was not material to results.
  • A former consultant’s 2013 lawsuit alleges trade-secret misappropriation, unfair trade practices and incorrect patent inventorship, seeking unspecified damages and other relief. Management intended to contest the claims; no loss was deemed probable and no amount was accrued.
  • Foreign-exchange losses were $2.5 million, and the company had no foreign-currency hedges at year-end. Management also cited dependence on key employees, limited-source components and manufacturing sites, export controls, and intellectual-property risks.

Deloitte issued unqualified opinions on the consolidated financial statements and internal control over financial reporting.

Important facts for investors to verify

  • Whether materials-processing demand, especially in China, and the largest customer’s purchases remain strong.
  • Whether margin pressure, inventory growth and the $15.1 million inventory provision persist or improve.
  • Whether 2014 backlog converts to shipments, given cancellability and frame-agreement composition.
  • Whether planned capacity spending supports growth without worsening fixed-cost absorption or cash conversion.
  • Developments in the former consultant litigation, goodwill impairment and contingent consideration.
  • Debt-facility renewal timing, foreign-currency exposure and the availability of cash held outside the United States.
