Business context and period. Unaudited results cover the quarter and six months ended June 30, 2014, compared with the same periods in 2013. Kaiser manufactures semi-fabricated specialty aluminum products for aerospace/high-strength, general engineering, automotive, and other industrial markets. It reports one segment: Fabricated Products.

Cash flow and liquidity. Six-month operating cash flow was $71.3 million, versus $48.9 million. Capital expenditures were $30.1 million; financing cash outflow was $38.1 million, including $23.7 million of share repurchases and $12.8 million of dividends. Cash and cash equivalents were $174.2 million and short-term investments were $127.2 million at June 30. Including $250.9 million of net revolver availability, reported total liquidity was $552.3 million. There were no revolver borrowings.

Debt and balance sheet. Debt carrying value was $392.9 million: $167.9 million current and $225.0 million long-term. The current portion reflects reclassification of the cash convertible notes, which mature April 2015, after holders became eligible for early conversion. The company also had $225.0 million principal of 8.25% senior notes due 2020. Total assets were $1.77 billion, total liabilities $678.9 million, and stockholders’ equity $1.09 billion.

Margins and operating indicators. Q2 Fabricated Products shipments rose 4% to 151.7 million pounds; average realized sales price was $2.27 per pound. Six-month shipments increased 6% to 303.5 million pounds, while average realized price declined 4% to $2.24 per pound. Value-added revenue per pound was $1.25 for Q2 versus $1.26, and $1.24 for six months versus $1.30. The filing attributes the six-month decline partly to lower Aero/HS pricing and a prior-year $4.5 million customer payment; automotive mix and value-added revenue improved.

Material changes versus comparable periods

  • Q2 sales increased 5% and operating income increased 16%; net income rose 32%. Higher shipment volume, including record heat-treat plate and automotive extrusion shipments, supported results.
  • For the first six months, sales increased 2%, but operating income fell 13% and net income fell 23%. Management cited higher LIFO inventory costs, $3.1 million of additional major maintenance, $1.9 million of higher energy costs, and $1.1 million of higher depreciation, as well as the absence of the prior-year customer payment.
  • Automotive Extrusions sales rose to $44.7 million in Q2 from $31.0 million and to $85.5 million for six months from $61.8 million. Six-month Aero/HS sales declined to $336.6 million from $344.7 million.
  • Derivative fair value moved from a net liability of $4.3 million at year-end 2013 to a net asset of $0.6 million at June 30, 2014. Six-month operating income included $3.5 million of non-cash mark-to-market gains, compared with $4.9 million of losses in 2013.

Outlook, risks, and unusual items

  • Management expects 2014 full-year results to be similar to 2012 and 2013. For the second half of 2014, it anticipates value-added revenue, EBITDA, and EBITDA margin to be favorable to the prior-year period, with strong heat-treat plate and automotive shipments and improved manufacturing efficiency. Capital spending is projected at $50–$60 million for 2014.
  • Aerospace demand remains affected by supply-chain inventory and destocking; management expects the plate and aerospace extruded-shapes overhang could persist through early 2015. It also expects normal second-half seasonality and continued competitive price pressure on heat-treat plate.
  • Environmental accruals totaled $22.2 million. The company said reasonably possible additional undiscounted remediation costs could reach $24.9 million over the remediation period; estimates may change as studies and regulatory work progress. Legal matters were not expected by management to materially affect financial position, results, or liquidity.
  • Management stated available liquidity and operating cash flow should fund requirements for at least the next 12 months, while noting performance depends on economic conditions and other factors outside its control. The convertible notes’ early-conversion eligibility and 2015 maturity are important near-term cash considerations; management expects sufficient liquidity and expects the related call options to offset conversion cash above principal and interest.
  • Aluminum, energy, and foreign-exchange exposure is managed partly through hedges and customer pricing. The filing quantifies potential mark-to-market sensitivity to aluminum and energy price changes; hedge values and results can fluctuate. No material risk-factor changes were reported.
  • The board declared a $0.35-per-share dividend in July 2014, payable in August. The company repurchased 162,381 shares during Q2 at a weighted-average $69.46 per share.

Important facts for investors to verify

  • Whether aerospace inventory destocking eases as expected, particularly for plate and extruded shapes, and how pricing pressure affects value-added revenue.
  • Whether second-half shipment growth and manufacturing-efficiency gains support management’s full-year outlook and $50–$60 million capital plan.
  • Cash requirements and settlement outcomes for the $175 million principal convertible notes, including the effect of early conversion eligibility and related call options.
  • Environmental remediation estimates, especially the potential additional exposure of up to $24.9 million and timing of regulatory approvals.
  • Underlying operating performance excluding non-cash derivative mark-to-market effects and other identified non-run-rate items.
