Material Changes Versus the Prior Comparable Period

  • Revenue growth was led by advisory assets, market appreciation, higher advisor productivity, increased fixed-annuity and alternative-investment activity, and higher trailing commissions.
  • Advisory and brokerage assets increased 13.5% to $447.1 billion. Advisory assets under custody increased 21.4% to $158.0 billion, and net new advisory assets increased to $4.4 billion from $3.0 billion.
  • Commission revenue benefited from fixed annuities, alternative investments, equities, and trailing commissions. Variable-annuity commissions declined 2.1%.
  • Cash sweep revenue declined 23.8% to $24.0 million because of contract repricing and very low short-term interest rates, partly offset by higher average sweep balances.
  • Margins declined as expenses grew faster than revenue, including higher production payouts, staffing, professional fees, promotional costs, and San Diego office relocation costs.
  • Operating cash flow improved substantially, but financing cash use increased because the company repurchased 1.9 million shares for $100.0 million and increased its quarterly dividend to $0.24 per share from $0.135.
  • Weighted-average diluted shares declined to 103.3 million from 107.3 million, supporting adjusted EPS growth despite lower GAAP net income.

Guidance, Outlook, Risks, and Unusual Items

The Service Value Commitment program is expected to be completed in 2015. Total expected charges remain approximately $65.0 million; $6.9 million was incurred in Q1 2014, and approximately $24.0 million was expected during 2014. Management expects annual pretax savings of approximately $30.0 million by 2015. The program includes technology transformation, outsourcing, severance, and related costs, and creates execution, technology, third-party service provider, and foreign-currency risks.

The company entered into non-deliverable foreign-currency contracts designated as cash-flow hedges for a total hedged amount of approximately $31.9 million to mitigate exposure to Indian rupee resets under its outsourcing agreement. The company also recorded approximately $5.3 million of parallel rent, property tax, and common-area maintenance costs related to the new San Diego office.

Management identified sensitivity to equity-market levels, advisory and brokerage assets, net new advisory assets, interest rates, cash sweep pricing, advisor recruitment and retention, competition, regulation, technology and information-security failures, third-party service providers, acquisitions, and client margin activity. All outstanding debt was subject to floating interest rates; a 100-basis-point increase was estimated to increase annual interest expense by approximately $10.9 million before considering offsets.

Pending regulatory matters and lawsuits involving former owners of Concord Capital Partners were not expected by management to have a material effect after considering accruals, insurance, and indemnifications. No legal proceedings were reported in Part II, Item 1. A $0.24-per-share dividend declared on April 22, 2014 was scheduled for payment on May 20, 2014.

Important Facts for Investors to Verify

  • Whether the Service Value Commitment achieves the projected $30.0 million of annual pretax savings by 2015 and whether total costs remain near $65.0 million.
  • The sustainability of advisory-asset growth, net new advisory assets, advisor recruiting, and the shift toward Independent RIA assets, which generate custody fees but not the company’s advisory revenue.
  • The effect of prolonged low interest rates and cash sweep repricing on asset-based revenue and the company’s ability to offset those pressures.
  • Debt refinancing, floating-rate exposure, covenant headroom, and the company’s ability to continue dividends and share repurchases while maintaining regulatory capital.
  • The impact of higher operating expenses, San Diego relocation costs, restructuring charges, share-based compensation, and other adjustments on GAAP margins.
  • Regulatory, litigation, client margin, cybersecurity, operational, outsourcing, and third-party service-provider exposures.
  • The reconciliation and limitations of non-GAAP measures, particularly Adjusted EBITDA, gross margin, and adjusted earnings, relative to GAAP results and cash flow.
