- Q2 sales rose 104% year over year; first-half sales rose 93%. Q2 gross margin was 79.8% versus 78.0%; operating margin was 17.6% versus 18.0%; net margin was 17.6% versus 17.8%. First-half gross margin was 79.2% versus 77.7%, operating margin 17.4% versus 16.2%, and net margin 17.2% versus 16.0%.
- Distributor commissions increased to 50.2% of Q2 sales from 45.2%, and to 48.4% of first-half sales from 45.1%, mainly due to estimated costs for an international recognition incentive program. SG&A rose 65% in Q2 and 57% for the first half, reflecting higher employee and incentive costs, professional fees, director and facility costs, and sales-related card fees.
- First-half operating cash flow was $39.5 million, versus $12.8 million. The increase was driven in part by higher orders and deferred revenue, and by commissions held in distributor eWallets rather than paid immediately. Investing cash outflow was $3.6 million, including a $3.3 million restricted deposit for a potential China direct-selling license. Financing cash outflow was $6.4 million, including $6.1 million of share repurchases and $621,000 of dividends.
- At June 30, cash and cash equivalents were $74.4 million, including $22.6 million of available-for-sale investments; restricted cash was $3.6 million. Working capital was $34.7 million and the current ratio was 1.74:1 (2.11:1 excluding deferred revenue). The balance sheet reports no debt; no separate debt balance is presented in the filing.
Business changes, outlook and risks
- Hong Kong generated 92.9% of Q2 sales and 92.5% of first-half sales; management stated that about 97% of sales were generated outside North America. Q2 Hong Kong sales increased 105%. Active distributors grew to 76,400 from 42,400 a year earlier.
- Management attributed growth to increased product volume and its leadership development, promotions, incentives, events, new products, training, commission plans and services. Higher gross margin reflected lower logistics costs and higher Hong Kong product margins. CIS sales declined amid regional political unrest and Russian ruble devaluation.
- China direct selling requires a license the company did not have. In June, the company funded a CNY 20 million (about $3.3 million) consumer-protection deposit in anticipation of submitting an application; management could not predict whether or when a license would be obtained. Most Hong Kong revenue came from products delivered to members in China, creating regulatory and geographic-concentration exposure.
- Management said available cash and operating cash flow should fund normal operations and commitments for at least 12 months, assuming no significant unforeseen expense or revenue decline. No formal earnings or revenue guidance was provided. The company may invest up to $10 million in its Mainland China entity for market development and license-related purposes.
- After quarter-end, the board declared a $0.04-per-share dividend and authorized up to $15 million of repurchases, including $5 million intended as soon as possible; repurchases are discretionary and expected through December 2016, subject to earnings and cash availability. The company anticipated participation by director and largest shareholder George K. Broady. Earlier 2015 repurchases included transactions with Broady; related-party royalty arrangements also cover products.
- Key risks include dependence on Hong Kong and China-related demand, China regulatory uncertainty, direct-selling and product regulation, distributor retention and compensation costs, foreign exchange, competition, supplier concentration, and product and marketing compliance. The filing reports no legal proceedings. Management concluded disclosure controls were effective and reported no material quarterly changes in internal control over financial reporting.
