Material changes and management commentary
- Q2 earnings declined year over year, mainly because loan-loss provision shifted from a $1.5 million recovery in Q2 2013 to a $0.6 million provision, and non-interest expenses rose. First-half provision was $0.6 million versus a $2.5 million recovery in first-half 2013.
- Revenue benefited from loan growth, lower deposit funding costs, and insurance income. Acquisition accretion contributed to net interest margin; Midwest and Ohio Commerce accretion together added six basis points in Q2, according to management.
- Expenses included $1.3 million of Q2 acquisition-related costs and a $0.5 million pension settlement charge; first-half pension settlement charges totaled $1.0 million. Salaries and benefits rose 26% year over year in Q2. The efficiency ratio was 75.58%, compared with 71.71% a year earlier.
- Loan growth was supported by organic production and the May 30 acquisition of Midwest Bancshares, which added $59.7 million of loans and $78.1 million of deposits. Peoples continued to use investment portfolio cash flows to fund loan growth; investments were 31% of assets, versus 33% at year-end 2013.
- Credit indicators were generally described as favorable, but nonperforming loans increased to $11.4 million from $9.0 million at March 31; nonperforming assets were $12.3 million. Management attributed the increase in loans 90 days past due and accruing partly to a $1.2 million relationship expected to pay off in Q3 and acquired balances. Allowance coverage was 1.32% of loans and 152.57% of nonperforming loans.
- Available-for-sale securities had a $0.8 million net unrealized gain at June 30, improving from a $15.0 million net unrealized loss at year-end. Management reported no securities were other-than-temporarily impaired.
Outlook, risks and contingencies
- Management said organic and acquired loans positioned Peoples to meet or exceed its goal of 15%–20% year-over-year growth in average loans for 2014. Its efficiency-ratio target was 68%–70%, excluding acquisition costs and other one-time items.
- Ohio Heritage and North Akron acquisitions were pending, expected to close in Q3 and Q4 2014, respectively, subject to shareholder and customary closing conditions. Management estimated annual EPS benefits beginning in 2015 of $0.10–$0.12 for Ohio Heritage and $0.06–$0.08 for North Akron; one-time acquisition costs were expected to offset incremental earnings in 2014.
- Management described the balance sheet as positioned to benefit from parallel rate increases, while cautioning that non-parallel rate changes could offset that benefit. Key stated risks include interest-rate and funding changes, credit deterioration, acquisition integration and completion, competition, regulation, cybersecurity, and economic conditions.
- Loan commitments totaled $235.8 million and standby letters of credit $33.9 million. Management did not expect current off-balance-sheet activities to materially affect future results or condition. Ordinary-course legal matters were not expected to have a material adverse effect; no material risk-factor changes were reported.
Important facts for investors to verify
- Whether the expected Ohio Heritage and North Akron closings, integration plans, costs and projected EPS contributions materialized.
- Whether loan growth and margin gains persisted after acquisition-related accretion, and whether management’s 2014 loan-growth and efficiency targets were achieved.
- Whether Q2’s higher nonperforming loans, past-due balances and allowance remained manageable, including the expected payoff of the $1.2 million relationship.
- How acquisition costs, pension settlement charges, employee-benefit costs and lower mortgage refinancing activity affected subsequent earnings.
- Whether liquidity, capital ratios and sensitivity to changing interest rates remained adequate as lending and acquisitions expanded.
