Net income improved substantially as credit quality strengthened: Peoples recorded a $4.7 million recovery of loan losses, compared with an $8.0 million provision in 2011. Net charge-offs fell to $1.2 million from $11.0 million. Nonperforming loans declined to 1.39% of loans from 3.19%, and nonperforming assets to 0.76% of assets from 1.80%. The allowance for loan losses was $17.8 million, or 1.81% of loans, versus $23.7 million, or 2.53%.

Net interest income rose slightly, but low market rates and lower reinvestment yields compressed net interest margin. Fee-related income grew, notably mortgage banking income, which increased 71% to $2.9 million, and electronic banking income, up 16% to $6.0 million. The efficiency ratio increased to 69.55% from 68.98%, reflecting higher expenses.

Cash and cash equivalents increased $23.6 million to $62.5 million. Management reported liquidity coverage ratios of 1.56x for forecast cash sources versus uses and 6.31x including contingent sources, both within policy limits. Peoples Bank and the holding company were categorized as well capitalized. The bank had approximately $1.0 million of profits available for dividends to the parent without regulatory approval.

Material changes and notable transactions

  • Assets increased 7%, largely reflecting loan growth and the September 2012 acquisition of Sistersville Bancorp. That acquisition added approximately $31 million of loans and $39 million of deposits; two small financial advisory books were also acquired.
  • Retail deposits grew, including non-interest-bearing deposits, while brokered deposits declined. Borrowings fell about $40 million year over year.
  • Peoples repaid its trust-preferred debentures in December 2012, using a new $24 million unsecured term note. The redemption generated a $1.0 million pretax loss but is expected to save about $1.1 million in annual interest expense beginning in 2013.
  • In the first quarter, Peoples prepaid $35 million of wholesale borrowings, incurring $3.1 million in charges; $3.2 million of securities-sale gains largely offset the charges. Annual net gains on investment securities were $3.5 million.
  • Acquisition-related costs were reported at $641,000 in the significant-events discussion, while the operating discussion refers to $569,000; rebranding costs were approximately $421,000. The filing text does not reconcile the acquisition-cost figures.
  • The quarterly dividend rose during the year; dividends declared totaled $0.45 per share in 2012, compared with $0.30 in 2011.

Outlook, risks and contingencies

Management forecast 2013 total revenue growth of 4%–6%, gross loan growth of 8%–10%, and an efficiency ratio of 68%–70%, absent new acquisition costs. It expected quarterly non-interest expenses of approximately $16.6 million, excluding new acquisition-related costs. Management anticipated loan growth led by consumer lending, with C&I loans expected to rise 5%–7% and commercial real estate loans 2%–4%. These are forward-looking expectations, not guarantees.

Management expected historically low rates to pressure asset yields and net interest income, partly offset by lower funding costs from the trust-preferred redemption. It noted that insurance performance-based income could be up to 50% lower in the first quarter of 2013, and mortgage banking income could decline if refinancing slowed. It also expected 2013 net charge-offs to return toward a 0.20%–0.50% long-term range, rather than repeat 2012’s unusually low level.

Principal risks include commercial real estate and other credit exposures, uncertainty in local and national economic conditions, interest-rate and deposit-funding sensitivity, continued implementation of Dodd-Frank requirements, acquisition integration, and compliance with debt covenants. The $24 million term note includes restrictions and financial covenants; Peoples reported compliance at year-end. The filing states that ordinary-course legal proceedings were not expected to have a material adverse effect. The 2012 financial statements received an unqualified audit opinion, and management and the auditor reported effective internal control over financial reporting.

Important facts for investors to verify

  • Whether the sharp earnings improvement is sustainable without a loan-loss recovery; assess credit trends, criticized loans, nonperformers and allowance adequacy.
  • How much of reported results reflects securities gains and debt-extinguishment charges, and whether the acquisition-cost figures differ by definition or scope.
  • Whether loan-growth and revenue targets are achieved without weakening underwriting or liquidity, particularly in commercial real estate and consumer lending.
  • The effect of persistently low rates, deposit repricing, refinancing activity and lower insurance performance commissions on margins and fee income.
  • Compliance with term-note covenants and the practical availability of dividends from Peoples Bank to the holding company.
