  • Q3 sales increased 13.9%, primarily reflecting higher Taiwan sales, including DPTT acquisition contributions. IC sales rose 19.5% to $100.6 million; FPD sales declined 4.8% to $24.3 million. High-end product revenue increased to $51.6 million from $39.6 million.
  • Despite sales growth, Q3 gross margin fell 1.8 percentage points, mainly from higher equipment costs and depreciation on additional high-end equipment. Operating income increased modestly, but income attributable to Photronics shareholders and diluted EPS declined, as more income was allocated to noncontrolling interests.
  • Nine-month net income includes a $16.4 million gain on the DPTT acquisition; the gain was recorded in other income and benefited from a zero tax rate. It is a material contributor to the reported year-over-year earnings increase.
  • Cash and equivalents were $196.3 million at August 3, 2014, down from $215.6 million at November 3, 2013. Working capital was $204.8 million, versus $213.9 million. Operating cash flow was below the prior-year period; investing cash outflow was $54.5 million and financing cash outflow was $27.3 million.
  • Total borrowings were $166.6 million, including $10.3 million current and $156.3 million long-term. The balance included $115.0 million of 3.25% convertible notes due April 2016, $22.1 million of 5.5% convertible notes due October 2014, and capital lease obligations. The company reported no credit-facility borrowings and $50 million available under its facility; it was in covenant compliance.

Material changes, outlook and risks

  • DPTT acquisition: On April 4, 2014, DPTT merged with Photronics’ Taiwan subsidiary to form PDMC. Photronics owns 50.01% and consolidates PDMC; DNP owns 49.99%. The transaction added assets and noncontrolling interest, and produced the $16.4 million accounting gain. Nine-month acquisition costs were $2.5 million. Acquired fair values were provisional and could change with final working-capital realization.
  • Capital needs: Capital expenditure commitments were approximately $65 million. Management said available resources and financing capacity should cover planned capex and anticipated working capital for the next 12 months, while cautioning that additional financing may not be available on favorable terms if needs exceed resources.
  • Outlook: Management expects most revenue growth to continue coming from Asia and anticipates additional North American growth supported by technology available under its Micron license. No quantified revenue, earnings or margin guidance was provided. Management continues to assess its manufacturing footprint; possible actions include facility closures, asset redeployments, impairments, workforce reductions or added capacity.
  • Key risks: Semiconductor and FPD demand is cyclical and depends on design activity; short order backlogs limit visibility. Utilization, pricing, product mix and equipment costs affect margins. Acquisition risks include integration costs, customer overlap and duplicate activities. Foreign-exchange exposure was estimated at a $4.2 million pretax loss for a 10% adverse move in specified currencies. The company also has potential additional funding obligations to its MP Mask and PDMC joint ventures.
  • Ordinary-course legal claims were not expected by management to have a material effect. Disclosure controls were assessed as effective at a reasonable assurance level, with no material third-quarter change in internal control over financial reporting.

Important facts for investors to verify

  • How much reported growth and future performance reflect DPTT, and whether provisional acquisition valuations or expected synergies change.
  • Whether operating margins recover as high-end equipment is utilized, given lower gross margins and the high fixed-cost structure.
  • Repayment or refinancing of the $22.1 million convertible notes due October 2014, and ongoing compliance with credit-facility covenants.
  • Funding of the $65 million capital-expenditure commitments and the effect on cash, debt and cash generation.
  • Actual future sales, product mix and utilization across Taiwan, Korea, the United States and Europe; management provided no quantified guidance.
