Material changes and credit quality

  • The return to quarterly profitability was principally driven by a $6.220 million year-over-year reduction in credit-loss provision, partly offset by lower net interest income. Q1 2012 included much higher credit costs.
  • Management attributed deposit and cash declines mainly to a partial exit from the Promontory Insured Network Deposits Program to reduce excess liquidity. Deposits associated with the program fell from $90 million at year-end to $28 million at March 31.
  • Nonperforming assets were $92.746 million, down from $96.946 million at year-end; the ratio to loans plus other real estate owned was 11.68%. Nonaccrual loans were $31.813 million. Accruing troubled debt restructurings were $52.545 million and are included in the filing’s nonperforming-loan totals.
  • Past-due loans on accrual status increased from $6.7 million at year-end to $11.5 million. Other real estate owned increased to $8.366 million, with $0.672 million of Q1 write-downs.
  • Construction and commercial real estate loans totaled about $427.5 million, or approximately 54% of loans. Management cited weak local real estate and construction activity, a soft regional economy, and limited high-quality loan opportunities as constraints on credit performance and growth.

Outlook, risks, and other notable items

  • No quantified earnings or revenue guidance was provided. Management said problem-asset resolution remains a priority, including charge-offs, borrower workouts and marketing foreclosed assets; it expects to charge off nonperforming assets as rapidly as possible. Management considered the allowance adequate at quarter-end.
  • The company expects approximately $1.4 million of interest expense over the next 12 months related to hedged deposits, about $1.1 million less than if a portion of the cash-flow hedge had not been terminated.
  • Key risks include credit losses and collateral values, especially in the concentrated real-estate portfolio; weak regional economic conditions; interest-rate fluctuations; competition; and regulatory or legislative changes. Management reported no material change in market-risk exposure since year-end.
  • Off-balance-sheet commitments to extend credit were $125.876 million and letters of credit were $12.528 million. The filing notes that commitments may expire undrawn and do not necessarily represent future cash needs.
  • The board suspended quarterly cash dividends in May 2012; no dividend was paid in Q1 2013. Management reported no legal proceeding it believed would materially harm financial condition or earnings, and no material change in risk factors. Disclosure controls were judged effective; no material change in internal control over financial reporting was reported.

Important facts for investors to verify

  • Whether lower provision and charge-offs persist, and whether the $15.735 million allowance remains adequate as delinquency and credit conditions evolve.
  • Trends in nonaccrual loans, accruing restructurings, past-due accruing loans, foreclosed assets and their write-downs.
  • The pace and composition of deposit runoff after the program exit, and the company’s ongoing liquidity needs and funding sources.
  • Exposure to construction and commercial real estate lending and local property-market conditions.
  • Whether net interest margin and loan growth can stabilize amid lower asset yields and the continuing effects of charged-off loans.
  • Capital ratios, dividend policy and the assumptions underlying management’s forward-looking statements.
