Net income increased 48% year over year. Prepaid fees rose to $9.0 million from $4.8 million, reflecting increased transaction activity and a significantly higher seasonal electronic tax-refund volume. Management attributed stronger net interest income to larger loan and investment balances, while the margin contracted as seasonal deposits were held largely in low-yield Federal Reserve balances. Return on average assets was 0.39% and return on average equity 5.84%, versus 0.36% and 5.07%, respectively.

Financial position, liquidity and credit

  • Total assets were $4.10 billion, up from $3.01 billion at year-end; deposits were $3.77 billion, up from $2.68 billion. Management said much of the growth reflected seasonal and other deposit inflows.
  • Cash and cash equivalents were $1.81 billion, including $1.66 billion in interest-earning deposits, primarily at the Federal Reserve. Cash increased $1.06 billion during the quarter, principally alongside $1.09 billion of net deposit inflows. Investing activities used $39.8 million.
  • Loans, net of deferred loan costs, were $1.75 billion, little changed from year-end. The allowance for loan and lease losses was $31.5 million, or 1.80% of loans, compared with $29.6 million, or 1.69%, at year-end.
  • Non-performing loans were $24.8 million and non-performing assets $32.6 million, compared with $21.7 million and $29.1 million at year-end. Non-accrual loans increased to $20.9 million from $17.6 million. Seven troubled debt restructurings totaling $7.8 million were reported for the quarter.
  • Net charge-offs were $3.3 million; other real estate owned (OREO) was $7.7 million. Q1 included $1.5 million of OREO losses and write-downs, versus $52,000 a year earlier. Allowance coverage of non-performing loans was 126.8%, down from 149.5% in Q1 2011.
  • Subordinated debentures were $13.4 million and repurchase agreements $25.9 million. The Bank reported no outstanding FHLB advances or borrowing-line balances; it had a $429 million FHLB line and $49 million of correspondent-bank lines available. The Bank was reported well capitalized: Tier 1 leverage 5.41%, Tier 1 risk-based capital 12.29%, and total risk-based capital 13.54%.

Material changes, outlook and risks

  • On May 4, 2012, after quarter-end, the Bank terminated its largest affinity-group customer relationship. The filing says the excess deposits had been held at the Federal Reserve and management expected no material liquidity impact or material increase in interest expense. The relationship’s termination is expected to reduce average assets and affect subsequent capital ratios.
  • The FDIC advised the Bank to anticipate formal action concerning compliance and third-party risk management, including past overdraft charging, collections and transaction-error resolution practices. The Bank believes restitution will be ordered; civil money penalties and civil litigation are possible. The customer contractually indemnified the Bank for portions of liabilities, which the Bank believes would be collectible. The Bank expanded compliance resources, increasing expenses.
  • Management attributed margin pressure to seasonal deposits earning approximately 0.25% at the Federal Reserve. Seasonal electronic tax-refund balances and prepaid revenue are concentrated in the first and second quarters; management provided no quantitative earnings guidance.
  • Management considered the loan-loss allowance adequate but noted that additional provisions may be needed if economic conditions, borrower performance, or loss assumptions deteriorate. Fair values for certain securities and impaired assets rely on estimates, including unobservable inputs.
  • Related-party activity included $24.0 million of commercial mortgage-backed securities purchased through a brokerage firm in which the Company’s Chairman was a principal; the securities were rated AAA by at least one agency, and market pricing was independently confirmed. Affiliated companies held $90.4 million in Bank deposits at quarter-end.

Most important facts for investors to verify

  • Subsequent-quarter deposit, liquidity and capital effects of terminating the largest affinity relationship, including any customer or deposit runoff.
  • FDIC enforcement outcome, potential restitution or penalties, litigation exposure, and whether customer indemnification is available and collectible.
  • Trends in non-accrual loans, delinquencies, troubled restructurings, OREO dispositions and losses, charge-offs, and allowance adequacy.
  • Whether prepaid and tax-refund fee growth persists beyond the seasonal filing period, and whether net interest margin improves as excess deposits decline or are redeployed.
  • Performance and valuation of trust-preferred and other securities with unrealized losses, and the terms and governance of the disclosed related-party transactions.
