Total CECL reserves were $180.4 million, including reserves for unfunded commitments.
  • Portfolio credit indicators weakened: the average internal risk rating rose to 3.4 from 3.3 at year-end. Risk-rated 4 and 5 loans represented 25% and 4% of held-for-investment carrying value, respectively. Non-accrual loans were 9.1% of the portfolio’s net carrying value.

Material changes and unusual items

  • Compared with Q1 2023, net interest income fell $13.2 million, as interest expense increased $9.9 million amid higher borrowing levels and benchmark rates, while interest income declined $3.3 million with a smaller loan balance and additional non-accrual loans. Total net revenue fell $10.3 million.
  • Compared with December 2023, net loss shifted from $34.0 million of income to a $52.8 million loss. Total net revenue declined $17.2 million, including lower hotel revenue attributed to seasonality, and the credit-loss provision rose from $5.2 million to $70.0 million.
  • A $42.3 million principal charge-off was recorded on a construction loan classified as held for sale. The loan was sold in April 2024; the company reported $32.7 million of net proceeds after associated financing repayments and transaction costs. It also sold three loans in January 2024 and recognized a $2.2 million loss on extinguishment of debt associated with repayment of financing tied to a loan sale.
  • In February 2024, debt on the hotel portfolio was modified: maturity extended to November 9, 2024, principal paid down by $10.0 million, and a portion became partially recourse. Claros bought a new interest-rate cap that limits the debt’s stated rate to 7.90% through November 2024.
  • At quarter-end, unfunded loan commitments were $890.3 million, versus $1.1 billion at year-end. Six loans with $656.5 million aggregate unpaid principal were in maturity default; related financing outstanding was $323.3 million. The filing states that covenant compliance was maintained.

Outlook, commentary and risks

The filing provides no numerical earnings or dividend guidance. Management says future dividends remain subject to Board discretion, operating cash generation, financial condition, capital needs and REIT distribution requirements. Claros expects to fund $321.5 million of net loan commitments over the related loans’ remaining maximum terms, subject to borrower conditions; timing and amounts are uncertain.

Management identifies elevated rates, refinancing difficulty, borrower defaults, declining commercial property values, financing availability and cost, and potential lender margin calls as key risks. Higher rates can increase borrowing costs and pressure borrower debt service, even though rising rates may generally increase net interest income. The company reported no repurchase-agreement margin calls through March 31, 2024. It was in compliance with financing covenants and REIT requirements at quarter-end; future compliance depends on operating results, financial condition and market conditions. Management also cautions that CECL estimates rely on judgment and forecasts and actual losses may differ.

Important facts for investors to verify

  • Progress on workouts, repayment or refinancing of maturity-default loans, and changes in non-accrual balances and internal risk ratings.
  • Whether the $180.4 million CECL reserve adequately reflects collateral values, borrower conditions and unfunded commitments.
  • Cash available after required borrower advances, debt service, any voluntary deleveraging and dividends; confirm funding of the $890.3 million commitments.
  • Debt maturities, refinancing terms and covenant headroom, including the hotel-property debt maturing in November 2024.
  • Dividend sustainability in light of $0.20 per-share distributable earnings before realized losses versus the $0.25 dividend, noting the measure is non-GAAP.
