Gross margin improved mainly on lower raw-material costs and favorable sales mix, partly offset by lower sales leverage and higher depreciation from capacity investments. Operating expenses fell 5.0% to $135.5, but rose slightly as a share of sales to 21.3%. The effective tax rate was 24.7%, versus 24.9%.

Segments and sales trends

  • Engine Products: Sales were $436.2, down 5.0%; segment earnings before tax were $60.4, versus $62.4. Segment pretax margin increased to 13.9% from 13.6%. Aerospace and Defense and Americas demand were pressured; Asia-Pacific, particularly China, grew.
  • Industrial Products: Sales were $200.4, down 6.1%; segment earnings before tax were $27.5, versus $29.5. Segment pretax margin edged down to 13.7% from 13.8%. Lower demand for dust collection products was partly offset by stronger gas-turbine replacement parts and Integrated Venting Solutions.
  • Sales fell in the United States, Latin America, and Europe, while Asia-Pacific sales grew 7.9%. Favorable foreign currency translation added $7.3 to reported sales and approximately $1.0 to net earnings.

Cash, debt, and liquidity

  • Cash and cash equivalents were $270.0 at October 31, up from $236.6 at July 31, 2020. Operating cash flow benefited primarily from year-over-year changes in operating assets and liabilities.
  • Long-term debt was $576.3, down from $617.4 at July 31; total debt, including short-term borrowings and current maturities, was approximately $583.0. Debt was 35.6% of total capitalization, versus 38.7% at July 31.
  • The company reported $655.7 of available borrowing capacity across its facilities and said cash, expected operating cash generation, and available credit should meet requirements for the next 12 months. It was in compliance with debt covenants.
  • Dividends paid were $26.6, or $0.21 per share. Treasury stock purchases were $15.6. The board declared another $0.21-per-share dividend, payable December 22, 2020.

Outlook, risks, and notable items

  • The filing gives no specific financial guidance. Management said COVID-19 continued to disrupt economic conditions and adversely affect the business, with the pandemic’s severity and duration uncertain. Future government orders or site-specific health and safety issues could interrupt operations.
  • Other expense was $1.5, compared with other income of $2.6 a year earlier. The change primarily reflected pandemic-related community support, including mask donations, and a $0.8 pension curtailment charge after freezing benefits for certain hourly-plan employees.
  • After quarter-end, on November 12, 2020, Donaldson acquired the remaining 9% of BOFA International for $8.0.
  • Risks cited include global economic and industrial conditions, demand volatility, competition and pricing pressure, raw-material availability and costs, foreign exchange and interest rates, cybersecurity and operational disruption, regulatory and tax matters, and execution of strategic transactions.
  • The company disclosed guarantees of half of certain Advanced Filtration Systems Inc. joint-venture debt; the venture’s outstanding debt was $38.9. Recorded litigation liabilities were not material, and management considered material excess settlement costs remote. Gross unrecognized tax benefits were $18.5, with $5.8 potentially expiring within 12 months; management did not expect a material near-term adjustment.

Important facts for investors to verify

  • Whether sales and demand recover across COVID-sensitive markets, especially commercial aerospace, Americas engine markets, and industrial dust collection.
  • Whether improved gross margin and operating cash flow persist, given lower sales and the contribution of working-capital changes to cash generation.
  • Debt repayment, available credit capacity, covenant compliance, and the maturity or extension of the $100.0 million 364-day facility due May 17, 2021.
  • The financial and operational effects of the BOFA minority-interest acquisition and ongoing capacity investments.
  • Potential changes in pension funding needs, tax reserves, and the risks associated with joint-venture guarantees and global operations.
