  • FY2018 sales rose 15.3% reported and 12.0% excluding foreign-currency translation. Currency added $78.3 million to sales; prior-year acquisitions added $25.6 million.
  • Engine Products sales increased 19.0% to $1,849.0 million; segment earnings before tax were $261.3 million. Industrial Products sales increased 8.1% to $885.2 million; segment earnings before tax were $137.1 million.
  • Gross margin declined 0.5 percentage point, reflecting higher raw-material and supply-chain costs and unfavorable sales mix. Operating expenses fell to 20.3% of sales from 20.9%, primarily on sales leverage.
  • FY2018 included an $84.1 million provisional net tax charge related to the U.S. Tax Cuts and Jobs Act (TCJA), reducing diluted EPS by $0.64. Excluding that impact, diluted EPS was $2.00. The reported effective tax rate was 50.4%, versus 27.7%; excluding TCJA adjustments, it was 27.3%.
  • Fourth-quarter sales were $724.7 million, versus $660.1 million in FY2017 Q4. Net earnings were $102.4 million, versus $68.2 million, and diluted EPS was $0.78, versus $0.51.

Cash, debt and liquidity

  • Cash and cash equivalents were $204.7 million at year-end, down from $308.4 million. Operating cash flow decreased $54.9 million, partly due to $35.0 million of discretionary pension contributions and working-capital changes.
  • Capital expenditures were $97.5 million. The company paid $94.7 million in dividends and repurchased 2.6 million shares for $122.0 million.
  • Total debt, including short-term borrowings and current maturities, was approximately $543.1 million; long-term debt was $499.6 million. Debt-to-capitalization was 38.8%, down from 41.7%.
  • Available borrowing capacity under existing credit facilities was $583.3 million. The company said cash generation, cash on hand and available credit should be adequate for requirements over the next 12 months; it was in compliance with debt covenants.

Changes, outlook and risks

  • Growth was strongest in Engine Products, including Aftermarket, Off-Road and On-Road. Industrial Filtration Solutions also grew, while Gas Turbine Systems sales declined amid market pressures and selective bidding.
  • Management anticipated continued price pressure in major commodities in FY2019, including steel, filter media and petroleum-based inputs. It cited selective customer price increases and cost-reduction initiatives as offsets.
  • Orders expected to ship within 90 days totaled $467.1 million at August 31, 2018, up 18.1% from $395.5 million a year earlier. Management cautioned that backlog is not necessarily indicative of future results. The filing provides no specific FY2019 revenue or earnings guidance.
  • Key risks include cyclical global demand, competitive pricing, raw-material availability and inflation, capacity constraints, foreign-exchange movements, trade restrictions, and technology shifts such as electrification that could reduce demand for diesel-related products.
  • The TCJA tax accounting remained provisional. The IRS proposed an adjustment concerning a 2015 foreign legal-entity restructuring; Donaldson disputed the proposal and said it would defend its position. The filing also identifies potential tax obligations of $20.2 million, with payment and timing dependent on audit resolutions.
  • After year-end, Donaldson announced an agreement to acquire 88% of BOFA International for approximately £79 million, subject to customary conditions and expected to close in Q1 FY2019. The sellers or company may have options requiring purchase of the remaining 12%.
  • Identified litigation liabilities were not material, and management considered it remote that settlements of currently identified claims would materially exceed accruals. Donaldson also guarantees half of certain joint-venture debt; the company’s guaranteed share was approximately $17.8 million at year-end.

Investor verification points

  • Check the final TCJA tax measurement, including the transition-tax installments and any changes to the provisional tax estimates or dividends-received deduction.
  • Review the status and potential exposure of the IRS restructuring dispute and other uncertain tax positions.
  • Assess whether commodity inflation, supply-chain costs and pricing actions affect margins and cash conversion in FY2019.
  • Track the BOFA acquisition’s closing, purchase terms, remaining-share options, integration and contribution to Industrial Products.
  • Compare subsequent demand and backlog conversion with FY2018’s strong growth, particularly in Engine Products and cyclical end markets.
