Fourth-quarter FY2015 unaudited results were sales of $610.6 million, gross profit of $202.3 million, net earnings of $56.4 million, and diluted EPS of $0.41. In the fourth quarter of FY2014, the comparable amounts were $668.2 million, $238.3 million, $73.0 million, and $0.50.

Segments. Engine Products sales fell 6.3% to $1,484.1 million; earnings before tax were $186.3 million, or 12.6% of sales, versus 14.8% a year earlier. Industrial Products sales were nearly flat at $887.1 million; earnings before tax were $123.4 million, or 13.9% of sales, versus 15.1%. Engine weakness was concentrated in off-road OEM markets, while on-road OEM sales grew. Industrial gas turbine sales rose 19.2%, offset by declines in industrial filtration solutions and special applications.

Financial position, cash flow, and capital allocation

At July 31, 2015, cash and cash equivalents were $189.9 million and short-term investments were $27.5 million. Total debt was approximately $578.4 million, including $187.3 million of short-term borrowings and $389.2 million of long-term debt. Long-term debt was 33.3% of long-term capital, up from 19.6% in FY2014. The company reported approximately $474.8 million of unused credit lines and said existing resources and expected operating cash flow were adequate for FY2016 requirements.

Operating cash flow was $212.8 million. Investing activities used $111.7 million, including $105.6 million for acquisitions; capital expenditures were $93.7 million. Financing activities used $179.0 million, including $256.3 million for share repurchases and $91.2 million for dividends, partly offset by $150.0 million of long-term debt proceeds. Cash declined $106.5 million during the year. Shareholders’ equity fell to $778.7 million from $1,002.5 million, principally reflecting repurchases and foreign-currency translation.

Gross margin was pressured by lower fixed-cost absorption, project-sales mix, and $8.4 million of restructuring and impairment charges. Operating expenses were $520.3 million, or 21.9% of sales. Interest expense rose to $15.2 million from $10.2 million, mainly due to additional debt and higher revolving-credit borrowings.

Material changes and unusual items

  • Foreign currency was a major headwind; sales decreased 5.4% from translation alone. Backlog at July 31 was $643.2 million, down 14.0% year over year. The 90-day delivery backlog at August 31 was $331.0 million, down from $375.1 million.
  • Weak mining and agricultural equipment demand contributed to a 23.7% decrease in off-road product sales. Replacement-filter demand was stronger in the first half but weakened in the second half.
  • The company acquired Northern Technical and a majority stake in IFIL during FY2015. Northern Technical contributed $16.3 million of gas turbine sales. After year-end, Donaldson acquired Engineered Products Company; it also had a pending agreement to acquire Colombia-based Industrias Partmo, subject to approvals and closing conditions.
  • FY2015 included $13.0 million of restructuring and impairment charges for workforce actions, a Grinnell, Iowa facility closure, and a partially completed facility write-off in Xuzhou, China; a separate $3.9 million pension settlement charge was recorded.
  • Employees in the European Gas Turbine Products business altered documents to accelerate revenue recognition in FY2014’s fourth quarter and FY2015’s second and third quarters. The transactions were valid, but revenue was recorded in inappropriate periods, also misstating FY2015’s first and fourth quarters. The company revised FY2015 second- and third-quarter results; management said the errors were not material to the affected financial statements and the revisions did not affect total cash flows.

Outlook, risks, and contingencies

For FY2016, management forecast sales of $2.32–$2.42 billion, operating margin of 12.9%–13.7%, tax rate of 26.5%–28.5%, and EPS of $1.56–$1.76. It expected operating cash flow of $300–$350 million and capital expenditures of $80–$90 million, and anticipated repurchasing 2%–4% of outstanding shares. The outlook cited restructuring benefits and operational improvements, partly offset by compensation costs and foreign-exchange effects on purchased products. Management expected interest expense to rise about $4 million.

Key risks include global economic and cyclical end-market weakness, foreign-exchange and commodity movements, pricing and competition, supply interruption, acquisition integration, regulatory and legal matters, and continued implementation of the global ERP system. The company also highlighted cybersecurity and data-breach risks and potential declining demand for hard-disk-drive filtration as flash memory gains use. No customer represented more than 10% of net sales in FY2015–FY2013.

Control and reporting concern: Management and the auditor concluded that internal control over financial reporting was not effective as of July 31, 2015, due to a material weakness in European gas turbine revenue-recognition controls. The auditor nevertheless gave an unqualified opinion on the consolidated financial statements. Management described remediation steps, including enhanced review of contract delivery terms, greater use of third-party documentation, standard decision forms, training, and employee discipline. The company obtained a lender waiver extending the deadline to provide audited statements to December 28, 2015; it expected to remain covenant-compliant after supplying them.

Other disclosed exposures include a possible $20.0 million of tax obligations, including interest and penalties, whose timing and amount could not be estimated; a guarantee of half of the Caterpillar joint venture’s $26.1 million debt; and $7.8 million of outstanding letters of credit, with no amounts drawn. Identified litigation liabilities were reported as not material.

Important facts for investors to verify

  • Whether the revenue-recognition control remediation was implemented and tested effectively, and whether any later filings included further revisions or findings.
  • Whether FY2016 sales, margins, cash generation, and EPS tracked management’s ranges, particularly given weaker backlog and cyclical end markets.
  • How foreign-exchange movements, segment mix, and project shipments affected reported growth and margins.
  • Whether debt, credit-facility availability, covenant compliance, and cash generation supported planned capital spending, dividends, and repurchases.
  • How the Northern Technical and IFIL acquisitions performed, and whether the Partmo agreement closed on the anticipated terms.
  • Any developments in the potential tax exposure, joint-venture guarantee, or other contingencies.
