Outlook, commentary, risks, and contingencies

Management forecast FY2014 sales of $2.45–$2.55 billion, growth of 1%–5%; operating margin of 14.1%–14.9%; diluted EPS of $1.65–$1.85; and operating cash flow of $275–$305 million. Planned capital spending was approximately $90 million, and management anticipated repurchasing 2%–4% of diluted shares. The margin forecast includes approximately $30 million of increased expense for the Strategic Business Systems project and incentive compensation. The company expected Gas Turbine Products sales to decline 18%–24% from FY2013’s record level.

Management cited weaker conditions in several end markets, foreign-exchange effects, product mix, lower production volumes, higher pension and insurance costs, and ERP implementation costs. Other key risks include commodity and supplier costs, global economic and political conditions, competition and pricing pressure, reduced hard-disk-drive demand as flash memory use grows, customers’ potential in-house filtration production, cybersecurity and ERP implementation, regulation, taxes, and litigation. Purchased raw materials represented approximately 60%–65% of cost of goods sold; the company anticipated a moderately unfavorable commodity-cost impact in FY2014.

Potential tax obligations, including interest and penalties, were $19.5 million; timing and amount of any payment were uncertain. The company guaranteed half of the $29.1 million debt of its unconsolidated AFSI joint venture. Identified litigation reserves were described as adequate and not material. A July 2013 pension-plan change froze entry for new hires from August 1, 2013, with contribution-credit accruals for existing participants ending in 2016. The company announced the sale of its Ultratroc subsidiary, effective September 23, 2013, and said the sale would not materially affect results, liquidity, or financial position. Auditors issued an unqualified opinion and reported effective internal control over financial reporting.

Important facts for investors to verify

  • Whether FY2014 sales and EPS guidance was achieved, particularly given weaker Engine markets and the forecast Gas Turbine downturn.
  • Whether ERP-related expenses and implementation proceeded as expected and whether the project delivered anticipated benefits.
  • How margins responded to product mix, lower volumes, and commodity costs, and whether Continuous Improvement initiatives offset those pressures.
  • Debt repayment and liquidity around the $98.7 million of FY2014 current maturities; confirm available credit and covenant compliance.
  • Changes in the $19.5 million tax exposure, pension assumptions and funding, and the AFSI guarantee.
  • Whether the decline in backlog and hard-disk-drive filtration demand translated into lower subsequent sales, and the financial effect of the Ultratroc disposal.
