  • Sales rose 5.9% year over year, mainly from acquisitions (about $558 million of FY2017 sales) and increased volume in Diversified Industrial International and Aerospace Systems; currency movements reduced sales by about $84 million.
  • Net income increased about 22%. Gross margin improved primarily through simplification and restructuring savings, partly offset by lower Aerospace Systems margins and higher amortization.
  • Operating cash flow was $1.302 billion. Investing activities used $3.365 billion, including $4.069 billion of acquisition spending, primarily for CLARCOR. Financing activities provided $1.783 billion, including new long-term borrowings.
  • At June 30, 2017, cash and marketable securities totaled about $924 million, versus $2.104 billion a year earlier. Working capital was $1.384 billion versus $2.842 billion; the current ratio was 1.4 versus 2.2.
  • Balance-sheet debt increased substantially to approximately $5.87 billion, including current borrowings and long-term debt; reported long-term debt, net of current maturities, was $4.862 billion. Shareholders’ equity was $5.262 billion.

Material changes and unusual items

  • CLARCOR and two other acquisitions cost approximately $4.227 billion in cash plus $316 million of assumed debt. CLARCOR contributed $487.4 million in sales and an operating loss of $16.2 million from acquisition through fiscal year-end. Acquisition-related assets substantially increased goodwill and intangible assets.
  • The company recorded a roughly $45 million pretax gain on the sale of its Autoline product line. The filing also reports $41 million of acquisition expenses, primarily related to CLARCOR.
  • Business realignment charges were $56.4 million in FY2017, down from $97.2 million in FY2016. The company repurchased 2.0 million shares for $265 million and paid $345 million in dividends.
  • The effective tax rate was 26.0%, compared with 27.6%; FY2017 included a $35.6 million discrete tax benefit from share-based compensation accounting.

Outlook, risks and contingencies

  • For FY2018, management forecast Diversified Industrial North American sales growth of 19%–23% and International growth of 8%–12%, with much of the expected increase attributable to FY2017 acquisitions. Expected segment margins were 16.1%–16.5% and 13.4%–13.8%, respectively.
  • For Aerospace Systems, management forecast FY2018 sales growth of 1%–3% and margins of 15.5%–15.9%. It cautioned that commercial OEM mix and higher-than-expected product-development costs could pressure margins.
  • Management expected approximately $110 million of FY2018 charges for further restructuring and integration actions. Anticipated FY2018 savings from FY2017 workforce reductions were expected to increase operating income by about 3% in Diversified Industrial North America and 4% internationally.
  • Principal risks include economic and end-market volatility, foreign exchange, raw-material costs, competition, cybersecurity, acquisitions and CLARCOR integration, tax uncertainty, pension assumptions, and environmental and product-liability matters. The company reported no off-balance-sheet arrangements and stated it was in compliance with debt covenants.
  • Environmental remediation reserves were $20.8 million; estimated total exposure ranged from $20.8 million to $83.3 million. Gross unrecognized tax benefits, including interest, were approximately $163 million. The company said pending litigation and other ordinary-course proceedings were not expected to have a material adverse effect.
  • The auditor gave an unqualified opinion on the financial statements and internal controls. Management and the auditor excluded three acquired entities from the internal-control assessment; together they represented about 32.0% of assets and 4.7% of sales.

Important facts for investors to verify

  • Confirm the reporting-period match: this is FY2017, with FY2017 Q4 data—not a 2016 Q4 filing.
  • Track CLARCOR integration, realized synergies, acquisition-related charges and the final purchase-price allocation; reported pro forma results exclude potential synergies.
  • Assess leverage, debt maturities, credit ratings and liquidity following the acquisition, including the substantial decline in cash and current ratio.
  • Compare FY2018 guidance with realized organic growth and margins, separating acquisition contributions from underlying demand.
  • Monitor goodwill and intangible-asset balances, pension funding and assumptions, and the range of environmental and tax exposures.
