Segment Performance
- Consumer Products: Revenue increased 10.5% to $1,247.5 million for the quarter and 4.0% to $3,382.3 million for the nine months. Operating income declined 8.7% to $135.7 million for the quarter and 7.3% to $339.7 million for the nine months, primarily because of acquisition and integration costs, foreign exchange pressure and higher expenses. Adjusted EBITDA increased 16.8% to $236.2 million for the quarter, with an 18.9% margin, and increased to $571.2 million for the nine months, with a 16.9% margin.
- Insurance: Quarterly revenue declined to $253.3 million from $419.5 million, primarily because of lower investment gains, while net investment income increased 12.1% to $226.8 million. Operating income declined to $90.9 million. Insurance AOI decreased 29.1% to $27.3 million for the quarter and 39.4% to $74.6 million for the nine months.
- Energy: Revenue declined 35.4% to $24.3 million for the quarter and 24.7% to $84.6 million for the nine months. The segment recorded operating losses of $114.3 million and $470.6 million, including oil and gas ceiling-test impairments of $102.8 million and $439.4 million, respectively.
- Asset Management: The segment recorded operating losses of $14.2 million for the quarter and $82.7 million for the nine months, compared with operating income of $3.1 million and $3.2 million. Results were affected by RadioShack-related losses, higher credit provisions and legal and consulting costs.
Material Changes Versus Prior Comparable Periods
- Net loss attributable to common and participating preferred stockholders shifted from income of $49.0 million in the prior-year quarter and a loss of $77.6 million in the prior-year nine months to losses of $75.6 million and $413.7 million.
- Operating results were adversely affected by $439.4 million of Energy impairments, $105.0 million of RadioShack-related impairment recognized across Insurance and Asset Management, $60.2 million of FOH goodwill and intangible impairments, and higher acquisition, restructuring and financing costs.
- Consumer Products sales benefited from AAG, Salix, European IAMS and Eukanuba, and Tell acquisitions, but foreign exchange reduced quarterly sales by $63.6 million and nine-month sales by $156.1 million. Consumer batteries also declined.
- Net investment gains fell to $5.7 million for the quarter and $53.8 million for the nine months, compared with $184.6 million and $367.4 million, respectively. Net investment income increased to $231.6 million and $687.4 million.
- Interest expense increased to $154.0 million for the quarter and $320.1 million for the nine months, including $58.8 million of one-time costs associated with the AAG financing, debt refinancing and redemption of Spectrum Brands’ 6.75% Notes.
- Operating cash flow deteriorated by $329.3 million year over year to an outflow of $164.9 million. Investing cash outflow was $1.9 billion, substantially reflecting acquisitions, while financing cash inflow was $2.1 billion.
Transactions, Outlook, Risks and Unusual Items
- Spectrum Brands acquired AAG on May 21, 2015, for approximately $1.4 billion, funded primarily with $1.0 billion of 5.75% notes and a $575.0 million equity offering. HRG acquired 49% of the shares offered in that equity transaction.
- Spectrum Brands refinanced its existing facilities on June 23, 2015 with $1.45 billion of U.S. dollar term loans, €300.0 million of Euro term loans, CAD$75.0 million of Canadian term loans and a $500.0 million revolver. Revolver availability was approximately $419.3 million after letters of credit.
- Management expected Spectrum Brands’ fiscal 2015 capital expenditures of approximately $75 million to $85 million and expected full-year operating cash flow to be positive despite nine-month negative operating cash flow. Expected foreign cash repatriation was $75 million to $125 million.
- HRG reported corporate cash, cash equivalents and investments of approximately $393.7 million and expected cash, investments and subsidiary dividends to cover interest and general expenses for at least the next 12 months. Expected fiscal 2015 subsidiary dividends were approximately $66.7 million, subject to operating, regulatory and covenant restrictions.
- Compass had $327.0 million of debt, a $340.0 million borrowing base and $31.6 million of cash. HGI Funding guaranteed certain obligations and committed up to $80.0 million of debt or equity support after the October 2015 borrowing-base redetermination. Compass was in compliance with amended covenants but remained exposed to further borrowing-base reductions and commodity-price weakness.
- HRG and FGL were exploring strategic alternatives for FGL. The filing provided no assurance that a transaction would be identified or completed and stated that the process could be terminated without notice.
- FOHG filed for Chapter 11 bankruptcy on April 19, 2015 and was deconsolidated. HRG recorded a $38.5 million gain on deconsolidation and $16.3 million of impairments related to FOHG loans.
- Material risks include substantial leverage, variable interest rates, foreign exchange, commodity prices, acquisition integration, retail customer concentration, insurance regulatory capital and rating requirements, investment and counterparty risk, RadioShack loan recoveries, litigation and potential additional Energy impairments.
- Raven Re’s statutory capital and surplus depended on permitted statutory accounting practices. Without those practices, the filing stated that Raven Re’s statutory capital and surplus would have been negative $48.8 million at June 30, 2015 and risk-based capital would have been below minimum requirements.
- Management concluded that disclosure controls were effective. AAG was excluded from the internal-control assessment, and AAG had previously identified a material weakness in its subsidiary’s internal controls.
Investor Verification Checklist
- Confirm that the intended issuer is HRG Group, Inc. rather than Spectrum Brands Holdings, Inc., and review Spectrum Brands’ separate filings for subsidiary-level detail.
- Reconcile consolidated debt, new borrowing terms, maturity dates, covenant compliance and available revolver capacity after the AAG acquisition and June refinancing.
- Assess the sustainability of Consumer Products growth and Adjusted EBITDA after acquisition costs, foreign exchange effects, customer concentration and integration expenses.
- Review Energy reserve values, commodity-price assumptions, ceiling-test methodology and the October 2015 Compass borrowing-base redetermination.
- Evaluate Insurance investment quality, unrealized losses, FIA derivative and reserve sensitivities, regulatory capital and the status of the FGL strategic review.
- Assess the recoverability of RadioShack and other delinquent asset-based loans, including the $91.3 million of doubtful Salus loans and related litigation.
- Separate recurring operating performance from unusual items, including impairments, deconsolidation gains, purchase-accounting charges, financing costs and discrete tax benefits.
