Revenue declined primarily because realized commodity prices fell: oil revenue decreased $61.2 million, natural gas revenue decreased $22.8 million and NGL revenue decreased $7.0 million. Total production was broadly stable, with higher oil production offsetting lower natural gas and NGL volumes.

Operating margin was approximately 2.4% in Q1 2023, versus approximately 52.6% in Q1 2022. The decline reflects higher lease operating expense, depreciation, depletion and amortization, general and administrative expense, and transaction-related costs. Net margin was approximately 27.9%, but was significantly affected by a $58.9 million derivative gain and a $46.5 million income tax benefit, including a $54.9 million non-cash benefit from a partial valuation allowance release.

Cash, cash equivalents and restricted cash totaled $117.1 million at March 31, 2023, including $101.0 million of restricted cash. Unrestricted cash and cash equivalents were $16.2 million. Management reported available liquidity of $805.4 million, consisting of cash and available Bank Credit Facility capacity.

Total debt before discounts, premiums and deferred financing costs was $1.061 billion, comprising $638.5 million of 12.00% senior secured notes, $257.5 million of 11.75% notes assumed from EnVen and $165.0 million outstanding under the Bank Credit Facility. The Company stated that it was in compliance with debt covenants. The Bank Credit Facility matures in March 2027, while both senior note series mature in 2026.

Material changes versus the prior comparable period

  • Completed the $1.040 billion EnVen acquisition, funded with $207.3 million of cash and 43.8 million Talos shares valued at $832.2 million.
  • EnVen contributed $62.1 million of revenue and a $6.1 million net loss from February 13 through March 31, 2023.
  • Property and equipment, net increased to $4.158 billion from $2.643 billion at December 31, 2022, primarily reflecting the acquisition.
  • Debt increased materially from $638.5 million at December 31, 2022 to $1.061 billion before discounts and financing costs.
  • General and administrative expense increased 180% to $63.2 million, including $35.2 million of EnVen transaction and severance costs.
  • Lease operating expense increased 36% to $81.4 million, and DD&A increased 50% to $147.3 million.
  • Derivative results shifted from a $281.2 million expense in Q1 2022 to $58.9 million of income in Q1 2023, primarily because of changes in unrealized fair values.
  • Approved a $100.0 million common-stock repurchase program; 1.9 million shares were repurchased for $26.6 million through March 31, leaving $73.4 million authorized.

Guidance, outlook, commentary and risks

Management expects operating cash flows and Bank Credit Facility availability to fund the board-approved 2023 Upstream capital program of $650 million to $675 million and expected CCS investments of $70 million to $90 million, subject to operating and market conditions.

Commodity price volatility remains a principal risk. As of March 31, 2023, derivatives provided protection on portions of anticipated oil and natural gas production through March 2025, but mark-to-market changes may continue to materially affect reported earnings. The Company reported a net derivative asset of $26.5 million and maximum counterparty exposure of $31.0 million.

Other significant risks include offshore operating incidents, hurricanes and tropical storms, production downtime, inflation in oilfield services, interest-rate and credit-market conditions, cybersecurity, regulatory changes, environmental liabilities, and uncertainty regarding BOEM supplemental bonding requirements. The Company had $817.7 million of asset retirement obligations, $1.4 billion of performance bonds and $10.8 million of letters of credit outstanding at March 31, 2023.

The Zama Unit Development Plan was submitted to Mexico’s National Hydrocarbons Commission in March 2023 and remained subject to approval. Approval or other developments could affect the value of the Company’s unproved Mexico assets.

EnVen-related litigation remains relevant. Talos recorded $13.7 million for a judgment involving former EnVen executive David Dunwoody; an additional fiduciary-duty case was scheduled for trial in July 2023 and could result in further liabilities.

Investor verification checklist

  • Verify the final purchase-price allocation for EnVen, which remained preliminary at March 31, 2023.
  • Assess post-acquisition production, operating costs, integration benefits and transaction-related expenses.
  • Review debt maturities, required $15.0 million semiannual redemptions on the 11.75% notes, borrowing-base redeterminations and covenant headroom.
  • Reconcile unrestricted cash with restricted cash and confirm the availability underlying the reported $805.4 million liquidity figure.
  • Evaluate sensitivity to oil, natural gas and NGL prices, including derivative floors, ceilings, swap prices and short-put exposures.
  • Monitor Zama development-plan approval and the potential effect on Mexico asset valuation.
  • Review asset retirement, decommissioning and potential predecessor-liability obligations, including future BOEM and BSEE requirements.
  • Confirm the status and financial impact of EnVen-related litigation and the remaining $73.4 million stock-repurchase authorization.
