PPL Corp quarterly report, Q1 FY2015

PPL Corporation — Q1 2015 Form 10-Q Summary

Business context and reporting period

For the three months ended March 31, 2015, PPL reported as a diversified utility holding company with regulated businesses in the U.K., Pennsylvania and Kentucky, alongside competitive generation and energy marketing activities. The filing is a combined report for PPL and four utility subsidiaries; amounts below are PPL consolidated unless otherwise noted. Financial statements are unaudited and in millions of dollars, except per-share amounts.

PPL was preparing to separate its competitive Supply business through the planned Talen Energy transaction. The quarter’s results still include Supply; the transaction was expected to close June 1, 2015.

The reported revenue comparison is heavily affected by volatile unrealized energy-derivative results: 2014 included unusually large negative wholesale energy revenue and offsetting energy-purchase amounts. Revenue growth therefore is not a straightforward measure of underlying operating growth. Q1 2015 operating cash flow was below capital spending by $269 million.

At March 31, PPL reported $18.772 billion of long-term debt and $1.535 billion due within one year, plus $1.595 billion of short-term debt. Current assets were $5.699 billion versus current liabilities of $7.217 billion. The filing also reports $1.335 billion cash and $135 million short-term investments. Debt figures exclude short-term debt unless stated.

Segment net income was $375 million for U.K. Regulated (up from $206 million), $109 million for Kentucky Regulated (up from $107 million), $87 million for Pennsylvania Regulated (up from $85 million), and $95 million for Supply (versus a $75 million loss). Corporate and Other was a $19 million loss, compared with a $7 million loss.

Material changes versus the prior comparable period

  • Net income more than doubled, while diluted EPS rose from $0.49 to $0.96. The comparison reflects both large commodity-derivative accounting swings in the prior-year quarter and better U.K. segment results; the filing identifies $128 million of total after-tax special items in Q1 2015 versus $133 million of special-item losses in Q1 2014.
  • Supply’s reported improvement principally reflects the unusually cold 2014 winter, which produced substantial gains and losses across energy revenue and purchase lines. PPL’s non-GAAP Unregulated Gross Energy Margins declined $58 million, to $426 million, year over year.
  • U.K. Regulated results benefited from foreign-currency economic hedge gains and a lower depreciation charge. Effective January 1, WPD extended the weighted-average useful life of network assets from 55 to 69 years, reducing Q1 depreciation by $20 million pretax, or $16 million after tax ($0.02 per share).
  • Operating cash flow fell $258 million year over year, reflecting higher pension funding ($136 million more), working-capital movements and other noncash effects, despite higher net income. Capital expenditures increased $50 million.
  • Cash declined $416 million from year-end 2014. Short-term debt increased to $1.595 billion from $1.466 billion; long-term debt balances were broadly stable.

Outlook, management commentary, risks and unusual items

  • Outlook: PPL did not provide a forward-looking earnings forecast for the Supply segment ahead of its separation. Excluding special items and Supply, management expected higher 2015 earnings for U.K. and Kentucky regulated businesses, and lower earnings for Pennsylvania Regulated. U.K. outlook includes the new RIIO-ED1 price-control period, effective April 1, 2015.
  • Talen transaction: Following the planned spinoff and combination, PPL shareholders were expected to own 65% of Talen Energy and Riverstone affiliates 35%, with no continuing PPL ownership or control. The board declared the distribution on April 29; the expected distribution ratio was approximately 0.125 Talen shares per PPL share. PPL estimated total third-party transaction costs of $60–$70 million, including $6 million incurred in Q1, and additional employee-related costs of $30–$40 million at closing. PPL expected approximately $75 million in annual ongoing corporate support-cost reductions after the transaction, excluding transition-service costs. The amount of any Supply goodwill impairment at closing remained uncertain.
  • Tax item: The IRS settlement for 1998–2011 audits received Joint Committee on Taxation approval in April. Subject to final interest determination, PPL expected to record a $20–$30 million tax benefit in Q2 2015.
  • Rates and investment: PPL Electric filed for an approximately $167.5 million annual distribution-revenue increase, proposed to take effect January 1, 2016, and sought to raise the DSIC cap from 5% to 7.5%; both requests were pending. LG&E and KU filed a proposed settlement at the KPSC, including a $125 million annual revenue-requirement increase for KU electric rates and $7 million for LG&E gas rates, subject to approval and proposed for July 1, 2015 effectiveness.
  • Projects and operations: Cane Run Unit 7 was nearing completion and scheduled to enter service in Q2 2015. LG&E retired one Cane Run coal unit in March and anticipated retiring the remaining two in Q3. The Corette plant was retired in March 2015. The filing says the Cane Run and Green River retirements were not expected to materially affect PPL, LKE, LG&E or KU.
  • Environmental and legal exposure: The EPA’s final coal-combustion-residuals rule was expected to increase existing asset-retirement obligations, with the amount not yet estimable; PPL expected to record increases in Q2 and believed relevant costs could be recoverable through rates. Potentially significant costs also remained uncertain for proposed wastewater limits, some regional-haze controls, remediation and other environmental requirements. Pending litigation includes environmental claims involving Colstrip, Cane Run and Mill Creek. The filing states that losses or ranges could not be estimated for several matters.
  • Market and financing risks: Key exposures include commodity prices and liquidity, generating-plant availability and outages, weather, counterparty defaults, interest rates, foreign exchange, credit ratings, regulatory outcomes and environmental compliance. PPL reported $402 million of net energy-trading counterparty credit exposure after netting, reserves and collateral; the top ten counterparties represented 55% of that exposure. The filing describes potential collateral demands if certain credit ratings fall below investment grade.
  • Reporting and controls: Management said disclosure controls were effective and no material changes to internal control over financial reporting occurred. No material change to disclosed risk factors was reported.

Important facts for investors to verify

  • How much of the earnings increase reflects recurring regulated performance versus derivative marks, currency hedges, the WPD useful-life change and other special items.
  • Completion and final terms of the Talen transaction, including distribution ratio, closing costs, transition services, required asset divestiture and any Supply impairment.
  • Regulatory decisions and timing for the PPL Electric rate case and DSIC request, and the LG&E/KU rate settlement.
  • The final financial impact and rate recovery for CCR and other environmental rules, including any Q2 2015 asset-retirement-obligation revisions.
  • Cash conversion, pension funding, capital spending and short-term borrowing needs, particularly given Q1 operating cash flow below capital expenditures.
  • Developments in material environmental litigation and other contingencies for which the filing says potential losses cannot presently be estimated.
