Material changes and credit quality
- Net interest margin declined 49 basis points year over year and 14 basis points sequentially. Management attributed pressure to low market rates, loan repricing and concessions, lower yields on new loans, and reduced gains and accretion on purchased credit-impaired loans.
- Non-performing loans were $15.3 million, or 1.43% of loans, versus $17.7 million, or 1.64%, at year-end and $14.4 million, or 1.40%, a year earlier. Impaired loans fell to $27.2 million from $30.3 million at year-end.
- The company reversed $230,000 of loan-loss provision, citing updated collateral appraisals, release of specific reserves, net recoveries, and fewer non-performing loans. Net recoveries were $3,000 for the quarter.
- Loans 30–89 days past due increased to $8.1 million from $588,000 at year-end. Management said the increase primarily involved four loans totaling $7.1 million that were renewed after quarter-end.
- Deposits declined overall, while non-interest-bearing deposits rose to $485.9 million and 39.5% of deposits. The increase largely reflected an account-product change that reclassified $87.3 million from interest-bearing transaction accounts to non-interest-bearing accounts.
- Investment securities declined $11.8 million during the quarter, mainly from paydowns and maturities. Management reported no securities considered other-than-temporarily impaired.
Liquidity, debt, outlook, and risks
- FHLB borrowings totaled $23.2 million at quarter-end: $8.2 million overnight and $15.0 million in fixed-rate borrowing. The fixed-rate advance bears 2.07% and matures in 2018, subject to FHLB quarterly put dates. No FRB or correspondent-bank borrowings were outstanding.
- Available FHLB borrowing capacity was $329.1 million; the company also disclosed $87.0 million of unsecured correspondent-bank lines and $27.3 million of FRB borrowing capacity. Cash plus unpledged available-for-sale securities with estimated maturities within one year totaled $38.1 million; additional unpledged available-for-sale securities were $135.9 million.
- Management expects liquidity to be adequate for foreseeable operating, investing, financing, and regulatory needs. It expects $89.7 million of time deposits maturing over the next 12 months to be replaced with new time deposits. Undisbursed loan commitments and standby letters of credit totaled $265.3 million.
- Management expects continued net interest margin pressure while rates remain low, but reported a strong loan pipeline and expected continued loan growth in 2013. The filing provides no quantified earnings or revenue guidance.
- The Bank was above regulatory “well-capitalized” thresholds. Management was monitoring proposed Basel III rules and did not expect them to require significantly more capital, based on its modeling.
- Key risks include interest-rate changes, deposit flows, competition for quality loans, real-estate values, and uncertainty in expected cash flows on acquired loans. The company described itself as asset-sensitive and said it could benefit from rising rates, while noting ongoing exposure to repricing and maturity mismatches.
- Q1 non-interest income included a $223,000 BOLI death benefit. Visa interchange litigation remained subject to procedural steps; the company said the ultimate impact was uncertain, though it did not expect the interchange-fee reduction to be material or significant future cash settlement payments.
- Management said ordinary-course litigation was not expected to materially affect financial position, results, or cash flows. No material risk-factor changes from the 2012 Form 10-K were reported. Disclosure controls were assessed as effective.
Important facts for investors to verify
- Whether the renewed past-due loans remain current and whether non-performing and classified loan balances continue to improve.
- Whether loan growth offsets ongoing asset-yield compression and lower acquired-loan accretion; assess the sustainability of the Q1 loan-loss reserve reversal.
- Deposit trends excluding the $87.3 million account reclassification, including retention of maturing time deposits and the effect of the prior expiration of the TAG program.
- Liquidity and collateral availability if deposit outflows or commitment drawdowns increase, and the terms of the FHLB advance’s put dates.
- The final cost and outcome of Visa-related litigation and any changes in securities or acquired-loan credit performance.
