DMC Global Inc. annual report, FY2023

DMC Global Inc. — FY2023 Form 10-K

Reporting period: Year ended December 31, 2023. This is an annual filing; it does not provide a standalone fourth-quarter income statement. Unless otherwise noted, amounts below are in U.S. dollars.

Business context

DMC operates three manufacturing businesses: Arcadia Products (architectural building products; DMC owns 60%), DynaEnergetics (oil-and-gas perforating systems), and NobelClad (explosion-welded clad metal and transition joints). FY2023 growth was led by DynaEnergetics and NobelClad, while Arcadia sales were essentially flat.

Management reported net debt of $72.2 million, down from $107.7 million. The credit-facility leverage ratio was 1.25x versus a 3.0x maximum, and the debt-service coverage ratio was 3.05x versus a 1.35x minimum. DMC was in covenant compliance.

Material changes versus FY2022

  • Sales rose 10%. DynaEnergetics sales increased 19% to $315.0 million, chiefly on higher DS perforating-system volumes; NobelClad sales rose 17% to $105.3 million on stronger energy and petrochemical activity. Arcadia sales were nearly unchanged at $298.9 million.
  • Gross margin increased to 29.5%, reflecting project and regional mix at NobelClad and margin recovery at Arcadia. DynaEnergetics gross margin declined to 27.5% from 28.6%, primarily due to customer mix.
  • Operating income more than doubled, while net income attributable to DMC increased to $26.3 million. Interest expense rose 54% to $9.5 million, largely due to higher floating rates.
  • Operating cash flow improved by $21.0 million, principally from higher earnings and improved working-capital effects. DMC repaid $17.5 million of term debt and invested $12.5 million in marketable securities.

Outlook, management commentary, and risks

  • Management expects Arcadia to be the principal driver of future growth, with additional painting and anodizing capacity planned in 2024. The first phase of Arcadia’s ERP system went live in July 2023; management reported a brief operational slowdown and expects efficiency and control benefits.
  • DMC said North American well-completion activity was softening and expected softness to continue in Q1 2024. DynaEnergetics’ new products and manufacturing-efficiency initiatives are expected to partially offset pricing pressure.
  • NobelClad reported demand for LNG cryogenic transition joints and healthy downstream energy and petrochemical activity. Year-end backlog was $59.4 million, versus $55.5 million in 2022; most orders are expected to ship within 12 months, but backlog is subject to delays or cancellation.
  • In January 2024, the Board began a strategic-alternatives review for DynaEnergetics and NobelClad, including potential sale, merger, business combination, or strategic investment. No timetable or transaction is assured; the review may incur costs and distract operations.
  • A February 2024 credit amendment increased maximum commitments from $200 million to $300 million, extended maturity to February 2029, and permits delayed-draw proceeds to fund a purchase of Arcadia’s remaining 40%. The amendment also changed covenants and increased applicable interest rates.
  • The Arcadia minority interest has put/call rights exercisable from the third anniversary of the acquisition. Its reported redeemable noncontrolling interest was $187.8 million; the potential purchase price is not included in the contractual-obligations table. A $24.9 million promissory note due from the minority holder is expected to be repaid from proceeds related to the interest.
  • Key risks include construction and oil-and-gas cyclicality, customer and project concentration, raw-material costs and supply, variable-rate debt, foreign exchange, and regulatory, cybersecurity, and explosives-related exposures. One DynaEnergetics customer represented about 15% of FY2023 consolidated sales and 32% of year-end receivables.
  • Arcadia wage-and-hour/PAGA matters have a proposed $600,000 settlement, of which Arcadia’s share is $375,000; court approval is pending. The filing says the company recorded a $375,000 reserve and an offsetting indemnification receivable, with no FY2023 income-statement impact.
  • FY2023 included $3.8 million of restructuring and impairment charges, including a $1.9 million DynaEnergetics software impairment and severance costs. CEO-transition expenses were $4.3 million, including accelerated stock compensation. The auditor issued unqualified opinions on the financial statements and internal controls; management also concluded controls were effective.

Important facts for investors to verify

  • Progress, cost, financing, and potential dilution or preferred-stock terms if the Arcadia 40% put/call is exercised.
  • Terms and outcomes of the strategic review, including costs and any effect on the businesses being reviewed.
  • Segment margins, North American DynaEnergetics pricing and activity, and conversion of NobelClad backlog into sales and cash.
  • Customer receivable concentration, credit-loss allowances, working-capital trends, and cash generation relative to debt service and capital spending.
  • Updated borrowing costs, covenant headroom, and the implications of the amended credit facility.
  • Approval and final cost allocation of the Arcadia settlement, and any material change in the goodwill valuation assumptions; Arcadia goodwill fair value exceeded carrying value by approximately 10% at the 2023 impairment test.
