Cogent Communications Holdings, Inc. — FY 2023 Form 10-K
Reporting period: Fiscal year ended December 31, 2023. The filing was signed February 29, 2024. This is an annual report, not a standalone fourth-quarter report; quarterly figures are included in the filing.
Business context
Cogent provides Internet access, private-network, colocation and, following its May 1, 2023 acquisition of Sprint’s wireline business, enterprise connectivity and optical wavelength/transport services. The acquisition added a U.S. long-haul fiber network, approximately 1,300 enterprise and wholesale customers, and substantial network, property and lease obligations. The reported year includes eight months of Sprint operations.
Key financial metrics
| Metric | FY 2023 | FY 2022 |
|---|---|---|
| Service revenue | $940.9 million | $599.6 million |
| Operating income (loss) | $(129.3) million | $114.0 million |
| Net income | $1,273.4 million | $5.1 million |
| Net cash from operating activities | $17.3 million | $173.7 million |
| Capital expenditures | $129.6 million | $79.0 million |
| Cash, cash equivalents and restricted cash at year-end | $113.8 million | $275.9 million |
- Revenue rose 56.9%, reflecting the Sprint acquisition and growth in existing business. Corporate, net-centric and enterprise customers represented 47.2%, 36.5% and 16.3% of 2023 service revenue, respectively. Enterprise revenue was $153.6 million from the acquisition date through year-end.
- On-net revenue increased 14.5% to $518.6 million; off-net revenue increased 169.2% to $393.5 million, substantially reflecting acquired Sprint connections. Average price per megabit declined 3.6% to $0.27.
- The $1.273 billion net profit is not representative of recurring operating performance: it includes a $1.406 billion non-cash bargain-purchase gain on Sprint. Excluding that gain, the company reported an operating loss of $129.3 million; no adjusted profit measure is provided here.
- Interest expense was $106.8 million, up 58.0%. Income tax benefit was $54.0 million, compared with a $21.2 million tax expense in 2022.
- Year-end net accounts receivable was $135.5 million. The balance sheet reported total assets of $3.212 billion, liabilities of $2.602 billion and stockholders’ equity of $609.6 million.
Debt, liquidity and capital allocation
- At year-end, principal debt included $500 million of 3.50% senior secured notes due May 2026 and $450 million of 7.00% senior unsecured notes due June 2027. The company also reported $484.5 million of finance lease obligations and $398.1 million of operating lease liabilities; operating lease liabilities are excluded from its stated total indebtedness of approximately $1.5 billion.
- A swap makes the interest cost on the 2026 notes variable with SOFR through February 2026. The swap’s year-end fair-value liability was approximately $38.7 million, with a similar amount of cash restricted as collateral. A 1-percentage-point interest-rate change was estimated to affect swap valuation by approximately $10.9 million.
- T-Mobile’s IP Transit Services Agreement provides $700 million in scheduled payments over 54 months. Cogent received $204.2 million in 2023 and expected to receive another $204.2 million in 2024. These receipts were classified as investing cash flows, not operating revenue.
- Operating cash flow fell sharply year over year; investing cash flow was positive $76.7 million, principally because of the $204.2 million T-Mobile receipts, while financing cash flow was negative $257.9 million. The filing’s cash-flow narrative also cites $33.6 million of 2023 operating cash flow in one passage, which differs from the audited cash-flow statement’s $17.3 million; investors should reconcile this discrepancy.
- Dividends paid were $181.7 million in 2023. The board approved a quarterly dividend of $0.965 per share in February 2024, estimated at $45.7 million. No shares were repurchased in 2023; $30.4 million remained under the buyback authorization.
Material changes and unusual items
- The acquisition materially expanded revenue and assets but also increased network, personnel, depreciation, lease and transition costs. Sprint contributed $283.3 million of revenue and a $234.5 million pretax loss for the period included in Cogent’s 2023 results.
- Acquisition accounting recognized $458.0 million of IPv4 address intangible assets and a $1.406 billion bargain-purchase gain. The asset valuations and purchase accounting involved significant estimates; the filing says some acquisition values remained provisional.
- Network operations expense rose 138.5%, SG&A rose 68.9%, and depreciation and amortization rose 151.8%, with the acquisition a principal factor. Reported operating margin turned negative.
- Cash collections from Sprint customers were temporarily delayed following migration to Cogent’s billing platform in November 2023; the company said collections returned to a typical pattern in the first quarter of 2024.
- T-Mobile disputes approximately $24.2 million of an estimated $52.3 million payment related to acquired short-term lease obligations. Final determinations of this payment and the working-capital adjustment were expected by the end of the first quarter of 2024.
Outlook, management commentary and risks
- Management expects cash on hand, operating cash flow and T-Mobile agreement receipts to cover working capital, capital spending, debt service and dividends over the next 12 months and beyond if the business plan is executed. It identifies reducing Sprint costs, retaining acquired revenue and growing wavelength/transport sales as important to improving cash generation. This is a conditional expectation, not guaranteed guidance.
- Cogent planned to expand wavelength availability from 401 to approximately 800 data centers in the United States and Mexico by year-end 2024, and was evaluating or converting additional former Sprint facilities for data-center use.
- Management reported gradual improvement in office occupancy and corporate-business trends during 2023, but said timing and trajectory remain uncertain. Persistent remote or hybrid work and elevated office vacancies—especially in California and the Pacific Northwest—could constrain corporate sales.
- Key risks include acquisition integration and Sprint cash losses; pricing pressure and competition; inflation and power costs; renewal of fiber, building-access and rights-of-way agreements; reliance on third-party last-mile providers and a limited number of equipment vendors; cybersecurity and service disruptions; regulatory changes; foreign-exchange exposure; and substantial debt and lease commitments.
- The audited financial statements received an unqualified opinion. Management and the auditor excluded Sprint from the 2023 internal-control assessment; Sprint represented approximately 60% of year-end assets and 30% of 2023 revenue. Thus, the reported effective-controls conclusions do not cover that acquired business.
Important facts for investors to verify
- Reconcile the $17.3 million operating-cash-flow figure in the audited statement with the $33.6 million figure in the MD&A narrative, and assess cash generation excluding T-Mobile acquisition-related receipts.
- Track Sprint integration, operating-cost reductions, customer retention and the acquired business’s path from its disclosed pretax loss toward positive cash flow.
- Review final purchase-accounting measurements, including IPv4 valuation, and resolution of the disputed $24.2 million short-term lease payment and working-capital adjustment.
- Assess refinancing and interest-rate exposure ahead of the 2026 note maturity, including the SOFR-linked swap and collateral requirements, alongside finance and operating lease commitments.
- Monitor dividend affordability, cash collection trends after billing migration, office vacancy effects, and execution of data-center and wavelength-service expansion plans.
