Q3 revenue rose 37% and net income more than doubled year over year. Nine-month revenue increased 6%, while operating income and net income declined, reflecting $19.6 million of intangible-asset impairment charges and $15.0 million of restructuring charges recorded in 2020. Nine-month capital expenditures were $9.8 million; operating cash flow less capital expenditures was approximately $149.6 million, versus $172.0 million a year earlier.

Liquidity and balance sheet

  • Cash, cash equivalents, and investments totaled $1.013 billion at September 27, 2020, up from $845.4 million at December 31, 2019; cash and cash equivalents alone were $298.4 million.
  • Current assets were $628.1 million and current liabilities were $139.4 million. Total liabilities were $554.7 million, including lease liabilities; the company reported no long-term debt.
  • Nine-month financing included $51.0 million of share repurchases and $28.6 million of dividends. No shares were repurchased in Q3.

Material changes and management commentary

  • Management attributed Q3 growth mainly to large electronics customer deployments and logistics/e-commerce demand, both supported by stronger consumer demand during the pandemic. Automotive revenue remained pressured, though it improved sequentially from Q2.
  • Q3 sales in Greater China increased 152% year over year; Europe was relatively flat. For the first nine months, Greater China rose 52%, while Europe fell 20%.
  • Gross-margin improvement reflected higher revenue absorption of fixed manufacturing costs and a favorable mix toward higher-margin electronics products. Nine-month excess and obsolete inventory charges were $9.4 million, compared with $4.1 million in 2019.
  • Operating expenses were broadly flat year over year in Q3. Lower travel and marketing-related spending partly offset higher incentive compensation and acquisition-related deferred compensation.

Outlook, risks, and unusual items

  • Management expected Q4 2020 revenue to be below Q3 but above Q4 2019, with sequentially lower electronics revenue offset partly by continued logistics strength. Automotive and other pandemic-affected industries were expected to remain a drag.
  • Management expected Q4 gross margin in the mid-70% range, below Q3, due to lower expected revenue and less favorable product mix.
  • The May 2020 restructuring targeted an approximately 8% workforce reduction and office closures. Estimated charges were $15.4 million, with about $0.3 million expected in Q4; actions were designed to produce approximately $25 million in annualized cost savings. Management said expected savings had been achieved in Q3, but cautioned that execution could disrupt operations or fail to deliver projected benefits.
  • COVID-19 remained a key uncertainty, with risks including weaker or delayed orders, customer and supplier disruptions, delivery delays and costs, inventory charges, asset impairments, and reduced access to customer sites. The company had recorded $19.6 million of intangible impairment and $2.5 million of operating-lease asset impairment; it recorded no goodwill impairment.
  • The company expected to recognize a discrete tax benefit exceeding $12 million in Q4 2020 related to foreign tax credits and GILTI regulations. Nine-month effective tax rate was 12%, versus 12% in 2019; excluding discrete items, management reported 18% versus 16%.
  • The board declared a $0.06-per-share dividend on October 28, 2020, payable November 27, 2020. Management believed cash and investments plus operating cash flow would cover needs for the next 12 months.
  • Management stated disclosure controls were effective. It noted that remote-work constraints made some controls more challenging and that monitoring controls had been enhanced. Ordinary-course legal proceedings were not expected to materially affect the company.

Important facts for investors to verify

  • Whether electronics deployments and logistics/e-commerce demand persist, and how quickly automotive demand recovers.
  • Q4 revenue and gross-margin performance against management’s stated outlook, including the effects of customer deployment timing and product mix.
  • Realization and durability of the targeted $25 million annualized restructuring savings, and whether remaining restructuring costs or operational disruptions arise.
  • Whether inventory levels and the impaired Sualab-related intangible assets require further charges as demand and forecasts evolve.
  • Receipt and timing of the expected tax benefit exceeding $12 million, and developments in the IRS audit and other tax exposures.
  • Investment portfolio credit quality, cash generation, and capital allocation, including future repurchases and dividends.
