- Net premiums written rose 9.1%; earned premiums increased 7.1%. Management attributed written-premium growth to rate increases, more commercial business and MICO’s reduction in external quota-share reinsurance from 30% to 20% effective January 1, 2014.
- The GAAP combined ratio was 104.7%, versus 99.7% a year earlier, indicating underwriting losses. The statutory combined ratio was 103.2%, versus 98.0%. The loss ratio increased to 73.1% from 68.6%; the expense ratio was 31.3% versus 30.7%.
- Weather-related losses were $15.3 million, compared with $5.6 million in Q1 2013. Prior-year reserve development was favorable by approximately $0.43 million, compared with unfavorable development of approximately $1.8 million a year earlier.
- Commercial lines underwriting loss worsened to $5.35 million from $1.59 million; personal lines recorded a $3.83 million loss versus $0.22 million income. Commercial multi-peril and homeowners were notable pressure points: statutory combined ratios were 119.3% and 109.8%, respectively.
- DFSC equity earnings fell to $0.41 million from $1.09 million, primarily because of a smaller benefit from acquisition-accounting adjustments. Investment income declined with lower average yields.
Cash, balance sheet and debt
- Operating cash flow was negative $5.3 million, versus positive $1.9 million in Q1 2013; management cited increased claim payments. Cash fell to $17.2 million from $27.6 million at year-end 2013.
- Total assets were $1.408 billion and stockholders’ equity was $401.6 million at March 31, 2014. Total investments were $803.7 million.
- Borrowings totaled $61.0 million: $46.0 million outstanding on a $60.0 million unsecured revolving credit facility and $15.0 million of FHLB advances. The M&T facility expires in July 2016; its stated rate was 2.40%. Donegal reported compliance with its covenants.
- The company reported $35.1 million of insurance-subsidiary dividends available for distribution to the parent in 2014 without prior regulatory approval, subject to applicable restrictions. On April 17, 2014, the board declared quarterly dividends of 13.15 cents per Class A share and 11.60 cents per Class B share.
Changes, outlook and risks
- Performance shifted from profit to loss year over year, driven chiefly by higher losses, including weather claims, weaker underwriting ratios, lower realized investment results and reduced DFSC earnings.
- Management provided no specific earnings or premium guidance. It cautioned that quarterly results are not necessarily indicative of full-year results.
- Loss reserves remain a significant estimation risk. Management stated that a 1% change in net loss and loss expense reserve estimates would affect pretax results by approximately $2.7 million. It also cited rising claim severity, litigation trends, medical costs and slower settlement rates.
- Reinsurance recoverables, catastrophe exposure, weather events, interest rates, investment credit and valuation risk, competition, regulation and the collectability of reinsurance are among the disclosed risks. The company reported no material change in risk factors from its 2013 Form 10-K and no material market-risk change during the quarter.
- Unrealized investment losses were considered temporary; no investment impairment losses were recognized in the quarter. The company reported $4.25 million of other comprehensive income, mainly from unrealized securities gains.
- No material litigation, defaults on senior securities or material capital-expenditure commitments were reported. Disclosure controls were assessed as effective.
