Material changes and drivers

  • Earnings declined mainly amid lower noninterest income and higher operating expenses. Q1 2013 included a $390,000 securities-sale gain; Q1 2014 had no securities sales. Trust fees and other service charges also fell, partly reflecting lower secondary-market mortgage originations and investment-product commissions.
  • Net interest income increased despite a 16-basis-point decline in the average earning-asset yield, as interest expense fell 29.6% to $495,000. Management reported the margin was unchanged year over year, but noted it may decline as higher-yielding assets reprice or are replaced at lower market rates.
  • Loans grew 2.75% from year-end while deposits fell 0.92%; the loans-to-deposits ratio rose to 94.49% from 91.12%.
  • Nonperforming assets rose to 1.84% of loans and other real estate owned from 1.36% at year-end. Nonaccrual loans increased to $6.6 million from $4.4 million. The allowance was $5.7 million, or 1.25% of loans, versus 1.24% at year-end; net charge-offs were $54,000.
  • Total liabilities included $30.0 million of Federal Home Loan Bank advances, $4.6 million of federal funds and repurchase borrowings, and $7.2 million of trust preferred capital notes. The trust preferred notes had a 1.86% floating rate at quarter-end; a swap converts the related $7.0 million notional debt to a fixed 2.85% payment through December 2016.

Outlook, risks, and unusual items

  • No specific earnings or financial guidance was provided. Management said net interest margin may face further pressure from asset repricing and anticipated that past-due loans, nonperforming loans, and other real estate owned could increase in the current economic environment. Management considers the allowance adequate, but its estimate depends on subjective judgments and may change as conditions evolve.
  • Management cited credit quality, collateral values, local economic conditions, competition, interest-rate movements, growth execution, capital needs, regulation, technology, and key-personnel retention among forward-looking risks. It reported no material change to the risk factors in the 2013 Form 10-K.
  • There were 16 troubled debt restructurings totaling $5.7 million at quarter-end, down from 20 totaling $6.4 million at year-end; six loans totaling $1.0 million were on nonaccrual. No loans were restructured during Q1 2014. Unrealized securities gains improved accumulated other comprehensive income; management attributed unrealized losses to market-rate changes and considered them temporary.
  • Liquid assets were $197.5 million, or 37.44% of liabilities, versus $201.8 million and 38.80% at year-end. Regulatory capital ratios remained above stated minimums: Tier 1 risk-based 17.02%, total risk-based 18.28%, and Tier 1 leverage 12.72%.
  • Management reported effective disclosure controls and no material change in internal control over financial reporting. The filing reported no material pending legal proceedings or subsequent events requiring adjustment or disclosure.

Investor verification priorities

  • Review the composition, aging, collateral, and subsequent performance of nonaccrual loans, past-due loans, impaired loans, and other real estate owned; assess the adequacy of the allowance.
  • Track deposit trends, loan growth, the loans-to-deposits ratio, and the use and availability of wholesale funding and other liquidity sources.
  • Assess sustainability of the 4.29% net interest margin and whether declining asset yields, expense growth, or changing interest rates affect future earnings.
  • Reconcile the decline in earnings, including the prior-year securities gain and changes in fee income, and monitor branch-related and technology costs.
  • Confirm capital and liquidity remain adequate as credit quality and funding conditions change; the filing states quarterly results are not necessarily indicative of full-year results.
