Material changes and credit quality

  • Six-month net income rose 2.37% year over year, while Q2 net income was essentially unchanged. Six-month net interest income declined 5.05%, as lower yields on earning assets more than offset reduced funding costs.
  • Six-month noninterest income increased 44.63%; noninterest expenses rose 6.16%. The efficiency ratio worsened to 64.36% from 58.63%.
  • Gross loans grew 4.37% to $436.4 million; the loans-to-deposits ratio increased to 92.19% from 87.63%. Deposits declined 0.79%, mainly as time deposits fell $7.9 million.
  • The allowance for loan losses was $7.0 million, or 1.60% of loans, versus $6.6 million, or 1.57%, at year-end. Six-month provision was $767,000, compared with $600,000; net charge-offs were $366,000, versus $715,000.
  • Nonaccrual loans were $2.4 million, approximately unchanged from year-end. Nonperforming assets were 1.14% of loans and other real estate owned, down from 1.27%. Past-due loans 90 days or more and still accruing totaled $201,000.
  • Available-for-sale securities increased to $106.5 million, but their net unrealized gain declined to $2.0 million from $5.8 million at year-end as interest rates rose. Accumulated other comprehensive income fell to $1.0 million from $3.4 million.

Outlook, commentary and risks

  • No specific earnings or financial guidance is provided. Management cautions that interim results are not necessarily indicative of full-year results.
  • Management said net interest income and margin could decline further as higher-yielding assets reprice or are replaced at lower market rates. Loan growth contributed to the higher provision.
  • Management considers the allowance adequate, while noting that past-due loans, nonperforming loans and other real estate owned could increase given economic conditions.
  • Unusual or nonrecurring items boosted reported noninterest income: the merchant-card portfolio sale generated gross proceeds of $450,000; life-insurance benefits contributed $254,000; and a correction of prior-period trust-fee receivables increased fiduciary income. Six-month securities-sale gains were $400,000.
  • Other assets rose $8.5 million, largely due to a $5.9 million receivable from a participation loan sale; the filing says the funds were received in July 2013. The filing reports no material subsequent events requiring financial statement adjustment or disclosure.
  • Principal disclosed risks include credit quality and collateral values, interest-rate movements, economic conditions, competition, liquidity and funding, growth execution, regulation, technology and retention of key personnel. Management reported no material change in risk factors from the 2012 Form 10-K and no material change in market-risk disclosures.
  • The filing reports effective disclosure controls at June 30, 2013, no material changes to internal control over financial reporting during the quarter, and no material pending legal proceedings.

Most important facts for investors to verify

  • Whether loan growth and a 92.19% loans-to-deposits ratio remain supportable as cash balances and reported liquidity decline.
  • Whether net interest margin continues to contract, and how asset yields and deposit costs respond to rate changes.
  • Credit trends by loan category, including past-due and nonaccrual balances, TDR performance, charge-offs and allowance adequacy.
  • How much reported fee-income growth is repeatable after the merchant-card sale, life-insurance proceeds and prior-period trust-fee adjustment.
  • The effect of market-rate changes on securities values and accumulated other comprehensive income, and whether any losses become other-than-temporary.
