Enphase Energy, Inc. quarterly report, Q2 FY2012

Enphase Energy, Inc. — Q2 2012 Form 10-Q

Reporting period: Quarter and six months ended June 30, 2012. Unaudited figures; dollar amounts below are USD millions unless stated otherwise.

Business context

Enphase designs and sells microinverter systems for the solar photovoltaic industry, primarily through distributors. It reported more than 2.2 million microinverters sold and over 44,000 system installations as of June 30, 2012. North America remained its principal market; volume shipments to France, Italy and the Benelux region began in Q2, and the company opened a U.K. sales office.

Financial performance

MetricQ2 2012Q2 2011Six months 2012Six months 2011
Revenue$55.7$29.6$98.3$47.7
Gross profit$13.6$4.8$22.9$7.5
Gross margin24%16%23%16%
Operating loss$(7.5)$(9.5)$(16.8)$(18.4)
Net loss$(11.4)$(10.3)$(21.6)$(19.6)
  • Revenue grew 88% in Q2 and 106% in the first half, primarily on higher shipment volumes. Units sold increased 98% in Q2 to about 403,000 and 112% in the first half to about 695,000.
  • Management attributed improved gross margin mainly to the higher-margin third-generation microinverter, design improvements and production efficiencies.
  • Operating expenses were $21.1 million in Q2, up from $14.3 million, and $39.7 million for the first half, up from $25.9 million. Higher staffing and expansion costs contributed to the increases.
  • Net loss widened despite improved operating results, principally because Q2 included a $2.8 million write-off of unamortized debt issuance costs and discounts when convertible debt converted at the IPO.

Cash flow, balance sheet and capital

  • At June 30, cash and cash equivalents were $67.0 million; current assets were $110.5 million, current liabilities $45.2 million, and reported working capital $64.9 million.
  • First-half operating cash use was $31.8 million, versus $16.2 million in 2011; investing cash use was $8.0 million, primarily for test equipment and headquarters-related expenditures. Financing provided $55.3 million.
  • Inventory rose to $31.0 million from $11.2 million at year-end, while deferred revenue fell to $0.6 million current and $5.1 million long-term, largely reflecting shipment of products for which customers had prepaid in December 2011.
  • Total debt was $13.3 million, including $6.5 million current and $6.8 million long-term. No amount was drawn on the revolving line; $15.0 million was available at period-end, subject to eligible collateral. The company said it was in compliance with covenants after June amendments.
  • The April IPO issued 10.3 million shares at $6.00 per share and generated $53.8 million net proceeds. Preferred stock and $21.2 million of convertible notes and accrued interest converted into common stock; the $80 million convertible facility terminated.

Outlook, commentary and risks

  • Management expected net losses to continue for the remainder of 2012 and said cash, cash equivalents and available revolver capacity should fund debt obligations, planned capital expenditures and operations for the next 12 months. No specific revenue or earnings guidance was provided.
  • The company planned continued investment in R&D, sales and marketing, hiring and international expansion; headcount was 368 at June 30, up 51% from a year earlier. Management expected operating expense categories to rise in absolute dollars.
  • Key stated risks include ongoing losses and uncertain path to profitability; dependence on solar incentives and industry demand; intensifying competition and pricing pressure; reliance on distributors, contract manufacturers and limited-source suppliers; demand forecasting and inventory exposure; long-duration product warranty obligations; and foreign-exchange, regulatory and execution risks in new markets.
  • Warranty liability was $11.4 million at June 30, versus $3.5 million a year earlier. Warranty estimates included a $1.2 million increase for higher expected replacement costs on certain products, partly offset by a $1.6 million reduction associated with inventory write-downs.
  • The filing reported no material legal proceedings. Management concluded disclosure controls were effective at a reasonable assurance level and reported no material change in internal control over financial reporting during the quarter.
  • Comparative 2011 results were corrected for a previously identified inventory-obsolescence and sales-return accrual error; the correction increased reported 2011 net loss by $0.7 million for both the quarter and first half.

Important facts for investors to verify

  • Whether revenue growth and third-generation product margin gains continue as competition, pricing and solar incentives change.
  • Whether inventory levels and customer demand forecasts are aligned, particularly after the sharp inventory build and decline in deferred revenue.
  • Whether warranty claims and replacement costs remain consistent with the company’s estimates, given limited product operating history and long warranty terms.
  • Whether operating cash burn, capital spending and debt obligations remain supportable by available liquidity; management’s 12-month liquidity view is an estimate.
  • Potential share dilution and trading supply following the IPO, including conversion shares, outstanding equity awards and the expiration of lock-up agreements.
