Entegris, Inc. — FY2011 Form 10-K
Business and period: Entegris supplies products and materials that purify, protect, monitor and transport critical materials, primarily for semiconductor manufacturing. Its three segments are Contamination Control Solutions (CCS), Microenvironments (ME) and Specialty Materials (SMD). This annual report covers the fiscal year ended December 31, 2011; it also reports fourth-quarter results.

Sales rose 9% year over year; management attributed approximately $34.6 million of the increase to favorable currency translation, with sales up about 4% excluding that effect. Unit-driven and capital-driven products each accounted for 63% and 37% of sales, respectively, and both grew year over year. International sales exceeded 71% of revenue.
Changes versus prior period
- Gross margin declined 1.6 percentage points, mainly because of lower factory utilization, despite higher sales and slightly favorable mix.
- Operating income increased 19% and net income attributable to Entegris increased 47%. The effective tax rate fell to 3.3% from 14.8%, substantially affected by a $41.0 million deferred-tax valuation-allowance benefit, including a $21.0 million release at year-end.
- CCS sales increased 11% to $484.0 million and segment profit rose 14% to $140.3 million. ME sales were essentially flat at $182.2 million, while segment profit fell 23% to $30.0 million, reflecting unfavorable mix, manufacturing costs and development spending. SMD sales rose 19% to $83.2 million and segment profit increased 65% to $18.3 million.
- Quarterly sales peaked at $209.2 million in Q2 and declined to $163.9 million in Q4 as semiconductor capital spending slowed and production rates weakened. Q4 net income attributable to Entegris was $40.2 million; the filing’s annual discussion identifies significant tax benefits, but does not clearly quantify the Q4-specific tax contribution.
Outlook, risks and unusual items
- No formal revenue or earnings guidance is provided. Management planned significant 2012 investment in 450mm wafer-handling equipment and tooling and an advanced membrane manufacturing and development center. It also stated that it remained committed to R&D and investment in core membrane and coatings technologies.
- Management believed cash, available credit facilities and operating cash flow would be sufficient for working capital and investment needs over the next 12 months. The company had a $30 million revolving facility maturing in 2014, with no year-end borrowings, and approximately $15.5 million of available Japanese-yen credit lines, also undrawn. It was in compliance with covenants. Annual capital expenditures are limited to $60 million under the revolving facility.
- Key risks include semiconductor-industry cyclicality and rapid demand shifts; pricing and margin pressure; customer order cancellations and limited backlog; competition and technology changes; reliance on limited-source suppliers; and execution of the membrane manufacturing transition before the Millipore facility arrangement expires in March 2014. Foreign exchange, international operations, environmental compliance and geopolitical or natural-disaster disruptions are also identified risks.
- Notable items include the deferred-tax valuation-allowance release, a $1.5 million gain associated with selling an equity investment, and a $0.7 million pension curtailment gain. The Japan defined-benefit plan was amended and future benefits frozen; the year-end pension obligation was $16.0 million. The board authorized up to $50 million of share repurchases, but none had occurred by year-end.
- There were $2.5 million of gross unrecognized tax benefits; the timing of any settlement could not be reasonably estimated. The company reported no legal proceedings expected to have a material adverse effect. KPMG issued unqualified opinions on the financial statements and internal control over financial reporting; management also concluded controls were effective.
Investor verification priorities
- Assess the sustainability of earnings and EPS excluding the substantial deferred-tax benefit; review the tax-asset realizability assumptions and carryforward use.
- Check subsequent quarterly sales, utilization and margins against the late-2011 decline, and test whether recovery assumptions support planned investment.
- Review ME’s profit decline and the expected returns, timing and customer adoption of 450mm products and related capacity investments.
- Confirm plans, cost and continuity risks for transferring membrane manufacturing ahead of the March 2014 expiry.
- Monitor supplier concentration, the $60 million annual capital-expenditure covenant, and liquidity needs if semiconductor demand weakens.
