Fourth quarter: 2013 net income was $1.4 million, or $0.12 per diluted share, versus $1.3 million, or $0.11 per share, in Q4 2012. Fourth-quarter net interest income was $7.6 million, compared with $8.1 million.
Year-end balance sheet: Assets were $716.2 million (down from $723.8 million); loans, net of deferred fees and before allowance, were $546.1 million (up from $530.2 million); deposits were $540.4 million (down from $551.0 million); and stockholders’ equity was $106.6 million (up from $103.2 million). Cash and cash equivalents totaled $20.9 million, versus $39.2 million a year earlier. The allowance for loan losses was $7.1 million.
Cash flow and funding: Operating cash flow was $5.8 million; investing activities used $11.8 million and financing activities used $12.4 million. Cash declined by $18.3 million during the year. Period-end borrowings included $39.8 million of short-term borrowings and $25.0 million of FHLB advances. The Bank reported $95.8 million of additional available FHLB borrowing capacity. Certificates of deposit totaling $178.1 million mature in 2014; brokered deposits were $40.2 million, or 7.4% of deposits.
Capital and credit: Sonabank’s year-end Tier 1 risk-based, total risk-based and leverage ratios were 18.43%, 19.68% and 14.12%, respectively; regulators classified it as well capitalized. Real-estate loans were 80.5% of total loans. Non-covered nonperforming assets were $17.4 million, or 3.45% of non-covered loans and OREO, versus $20.8 million, or 4.41%, in 2012. Net charge-offs were 0.69% of average loans, compared with 1.04% in 2012.
Material changes versus 2012
- Net income decreased 5%, as lower net interest income and noninterest income more than offset reduced loan-loss provision and operating expenses.
- Net interest margin fell 44 basis points. Management attributed the decline mainly to competitive pressure reducing average loan yields from 6.70% to 6.24%. Acquisition-related loan discount accretion contributed $3.6 million to 2013 net interest income.
- Noninterest income fell by $3.8 million, largely because 2012 included a $3.5 million bargain-purchase gain on the HarVest acquisition and $657,000 of SBA loan-sale gains. The 2013 provision for loan losses declined by $2.6 million.
- Non-covered loans grew to $494.4 million, while FDIC-covered loans declined to $51.7 million, primarily from repayments. Total deposits decreased, with money-market balances down and time deposits up.
- OREO declined to $11.8 million from $13.8 million. 2013 included gains on some property sales, losses on others, and property impairments; 2012 had $2.6 million of net OREO losses.
Outlook, risks and unusual items
- No specific earnings or financial guidance is provided. Management described plans for relationship-based growth, selective acquisitions and branch expansion, while emphasizing asset quality, underwriting and capital.
- On January 8, 2014, the company agreed to acquire Prince George’s Federal Savings Bank in a cash-and-stock transaction valued at approximately $11.5 million. Completion was subject to approvals; the filing estimated a combined company of about $805 million in assets.
- The FDIC indemnification asset was carried at $5.8 million, while estimated fair value/recovery was $4.2 million. The commercial loss-sharing agreement expires in December 2014; unresolved covered commercial credits or OREO could lead to additional impairment.
- Key risks include concentrated real-estate lending and local-market exposure, competition and margin pressure, dependence on brokered and wholesale funding, interest-rate sensitivity, loan-loss estimation, and regulatory changes. The filing also identifies risks around acquired-loan performance and FDIC loss-share compliance.
- Held-to-maturity securities had a $6.25 million gap between amortized cost ($82.4 million) and fair value ($76.2 million) at year-end, including $2.2 million of unrealized losses on trust preferred securities. Management reported only $3,000 of 2013 OTTI charges and said its trust preferred holdings were permitted to remain held under the Volcker Rule interim action.
- The 2013 financial statements received an unqualified audit opinion; the auditor also issued an unqualified opinion on internal control effectiveness. Earlier financial statements had been restated, and the filing notes unusually high 2012 audit and consulting costs related to that restatement.
Important facts for investors to verify
- Whether loan-yield and net-interest-margin pressure continued, and how much future earnings depend on acquisition-related discount accretion.
- Trends in nonperforming loans, OREO, charge-offs, and the adequacy of the $7.1 million allowance relative to portfolio growth and real-estate concentration.
- Actual liquidity and funding after the $178.1 million of 2014 certificate maturities, including brokered-deposit reliance and available FHLB capacity.
- Recoverability and timing of the FDIC indemnification asset, especially ahead of the commercial loss-sharing agreement’s December 2014 expiration.
- Regulatory approval, financing, integration costs and realized benefits of the Prince George’s FSB acquisition.
- Effects of the historical restatement and the related control and reporting record; the current filing reports effective controls and no unresolved SEC staff comments.
