  • Revenue mix: Q3 video products revenue fell 22% to $60.7 million; cable-edge revenue rose 16% to $23.9 million; service and support revenue declined 3% to $23.5 million. For the nine months, video products fell 20% to $181.9 million, while cable edge increased 52% to $77.5 million.
  • Expenses and earnings: Q3 R&D was $22.8 million and SG&A was $32.1 million. The Q3 net profit reflected a $4.8 million income-tax benefit despite a $3.8 million pretax loss. Nine-month results included a $21.8 million tax provision on a $19.6 million pretax loss.
  • Cash and liquidity: At September 26, cash and cash equivalents were $42.0 million and short-term investments were $55.2 million, totaling $97.2 million. Current assets were $234.8 million and current liabilities $87.8 million. Cash declined $48.3 million from year-end 2013.
  • Cash flows and capital allocation: Nine-month investing cash flow was $9.3 million, while financing cash use was $85.0 million, chiefly reflecting $86.4 million of share repurchases. Capital expenditures were $8.9 million.
  • Debt and credit: No borrowings were outstanding under the $10 million Silicon Valley Bank facility; $9.8 million was available after standby letters of credit. The company reported covenant coverage of 3.26x against a 1.75x minimum. The facility matured December 31, 2014.

Changes versus the prior comparable periods

  • Q3 revenue decreased 12%; nine-month revenue decreased 5%. Management attributed the video-product weakness mainly to customers deferring purchases pending the VOS virtualized platform, UltraHD and HEVC products, and to cautious spending and customer consolidation.
  • Cable-edge growth, including NSG Pro, partly offset weaker video sales. Management cited the cable industry’s shift toward CCAP architectures.
  • EMEA revenue fell 27% in Q3 and 21% for the nine months, with softness in Africa, Russia and Eastern Europe. Nine-month Americas revenue rose 3%, while APAC was approximately flat.
  • Gross margin improved in both comparison periods, which management attributed to product and service margin trends, manufacturing efficiencies and lower intangible amortization. Operating losses narrowed year over year for the nine-month period but widened in Q3.
  • Prior-year nine-month net income included $15.6 million from discontinued operations, including a $14.8 million after-tax gain on the 2013 sale of the cable-access HFC business. The 2013 tax comparison also included a substantial benefit from releases of tax reserves; these items make reported net-income comparisons less indicative of underlying operating trends.

Outlook, commentary, risks and unusual items

  • Management gave no specific revenue or earnings guidance. It stated that existing liquidity was expected to cover contemplated cash requirements for at least the next 12 months, including planned repurchases, while noting that this depends on its expectations proving accurate.
  • The company expected to begin reporting Video and Cable Edge as operating segments in Q4 2014, after developing the related measurement and reporting processes.
  • The $21.8 million nine-month tax provision was principally affected by a $28.7 million increase in the valuation allowance on U.S. federal and state deferred tax assets, reflecting uncertainty about realization after recent losses. This was partly offset by an $8.5 million tax benefit from the release of reserves after tax statutes of limitations expired.
  • Restructuring charges were $0.9 million for the nine months, including severance for 25 employees and costs related to a project exit and a France facility. The remaining $0.3 million accrual was expected to be substantially paid by year-end.
  • Risks highlighted include reliance on customer capital spending and a concentrated customer base (top ten customers generated 37% of nine-month revenue; Comcast 18%); product-transition and execution risks; international and geopolitical exposure; dependence on limited suppliers and contract manufacturers; and competitive pricing and technology risks.
  • Avid litigation remained unresolved: Harmonic had won a jury verdict in one patent case, with Avid’s post-trial motion pending; in a second case, the PTAB found some asserted claims invalid and others not invalid, and Harmonic appealed the latter determination. The filing states that an unfavorable outcome could result in damages, royalties or restrictions on product sales; potential loss amounts were not clearly estimable.
  • Commitments included $17.6 million of non-cancelable supplier purchase commitments and $50.7 million of future operating lease payments. No off-balance-sheet arrangements were reported. A subsequent event was Harmonic’s October 22 investment in approximately 18.4% of Encoding.com on a fully diluted basis; the investment amount was not provided in the filing text.

Important facts for investors to verify

  • Whether delayed video-product purchases convert to orders as VOS, UltraHD and HEVC offerings become available, and whether cable-edge growth continues.
  • Subsequent revenue, margins and cash generation, especially given customer concentration and uneven regional demand.
  • Deferred-tax-asset realizability, future valuation allowances and the effect of tax-reserve changes on reported earnings.
  • Developments in both Avid matters and any resulting financial or product impact.
  • Use of cash for repurchases, the remaining authorization, and the status or replacement of the credit facility due to mature December 31, 2014.
  • Terms and financial effect of the Encoding.com investment, which the filing disclosed as a subsequent event without stating its cost.
